1980 they built their broodmareband to about 45 mares, whichincluded Conclusives Lace. Herfirst foal was by ObviousConclusion, a 1988 sorrel stallionnamed Kid Clu. Kid Clu went onto change the halter world andsired 67 world and reserve worldchampions, according to therelease.

Clark Rassi of Aubrey wasrecently recognized at the 2012FedEx OpenAmericanQuarter HorseAssociationWorldChampionshipson Nov. 16 inOklahoma City.

Top Secret, a 2001 sorrel stallion,which received the third-placeGet-of-Sire title. The third-placefinalist received a bronze trophyand a $1,500 check, a pressrelease said.

Rassi’s stallion was one of 14stallion entries accepted to com-pete in the championship.

Shady Shores resident MaryMcDowell, president and CEO ofOneMain/CitiFinancial, was honored lastmonth with the AmericanFinancial Services Association’sDistinguished Service Award.

McDowell was one of twoexecutives who received theaward at the association’s 96thannual meeting in Chicago.

The award is given to individu-

als who have contributed signifi-cantly to the industry and helpedthe association advance its mis-sion and objective nationally,according to a news release.

McDowellserved as chair-woman of theassociation in2010-11. Sheoversaw a taskforce to help theindustry antici-pate, respond toand prepare for regulatorychanges under the Dodd-FrankWall Street Reform andConsumer Protection Act.McDowell currently serves on theassociation’s investment policycommittee and education foun-dation board.

McDowell joined Citi in 1991.She served as chief financial offi-cer for businesses includingCitiFinancial, CitiFinancialMortgage Co., Citi–corp TrustBank and the insurance businessnow known as Citi Assurance.She served in other positions atCitiFinancial and then becameCEO of OneMain Financial in2011, according to a news release.

Benjamin Graham is oftencited as the father of mod-ern value investing. Prior

to his work as a professor, authorand fund manager through thetumultuous 1920s, 1930s and1940s, the stock market wasmainly thought of as a casino, aplace for insiders, hot-tips andwild swings. This time in themarket was decidedly not theplace where the “average-Joe”plowed his savings for retirement.

But Graham approached themarket in a very different, verydisciplined way. He developedthree key principles as the frame-work for investing, not speculat-ing, in the market. Over hiscareer, he delivered 20 percent

annual returns, even after suffer-ing a near-catastrophic collapseduring the Great Depression.Amazing.

Buffett supped from this fontof knowledge and expanded onthose three fundamental princi-ples to add a few of his own. Asa result, most value investingprinciples can be distilled intofive simple lessons. Yet some-how, the application of these les-sons is far from commonplacenearly 75 years later. As Buffettdescribes in his 1996 letter to

shareholders: “Intelligent invest-ing is not complex, though that isfar from saying that it is easy.”

As an interesting 2012 closesits doors and we look to what2013 might bring, my businesspartner and I hope to highlightthe five key lessons that underpinsuccessful value investing.

LESSON 1: PRICE DOES NOT ALWAYS EQUALVALUE

Graham is probably mostfamously known for his investingallegory of Mr. Market — aremarkably accommodating fel-low who is your partner in a pri-vate business. Without fail, heappears daily to name a price atwhich he will either buy yourinterest or sell you his. But sadto say, the poor fellow has incur-able emotional problems. Attimes he feels euphoric and cansee only the favorable factors

affecting the business. When inthat mood, he names a very highbuy-sell price because he fearsthat you will snap up his interestand rob him of imminent gains.

At other times, he is depressedand can see nothing but troubleahead for both the business andthe world. On these occasions hewill name a very low price, sincehe is terrified that you will unloadyour interest on him.

Mr. Market has anotherendearing characteristic: Hedoesn’t mind being ignored. Ifhis quotation is uninteresting toyou today, he will be back with anew one tomorrow. Transactionsare strictly at your option.

Underpinning this allegory isthe belief that all businesses havesome underlying, intrinsic valuebased on the assets they possess,the earnings-power those createand the competitive position heldin the marketplace. Sometimes,the price Mr. Market is willing topay for that value is reasonable,pricing the future prospects ofthe business based on reasonable

expectations of asset perform-ance, earnings-power and com-petitive positioning.

Unlike most financial academ-ics who believe modern 24/7news coverage, data feeds andtrading-floor-chat-rooms resultin efficient market prices,Graham believed Mr. Marketwas subject to bouts of manic-depressive mood swings. Theseswings create periods of timewhen the market price for a busi-ness could dislocate from a busi-ness’ true worth. Take a look at1999, 2001, 2007 and 2009 for afew of these data points.

These periods representedmassive spikes in price-volatility,but looking back, it is clear thefundamentals of many businesseswere not appropriately reflectedduring these mood swings. Justas most academics believe thatthe market price of a businessalways reflects an accurate valueof the business’ future prospects,these same professionals equate

With a hopefullyimproving economy,our state and local

community should see anincrease in new housing devel-opment. If our past history is agood indicator of the future,then the increase in new con-struction will necessarilyincrease the number of con-struction defect claims betweenthe buyers of these new homesand the contractors who con-structed them. This article willbriefly discuss the history of res-idential construction claims inTexas and set forth the currentlegal framework for homeown-ers and builders who may soonfind themselves on one side orthe other of a residential con-struction defect claim.

HISTORYPrior to 1999, residential con-

struction disputes in Texas wereprimarily dealt with throughgeneral contract principles andconsumer protection statutes. Asa result of a real or perceivedincrease in the number of claimsbrought by owners againstbuilders and the large damageclaims potentially availableunder certain state consumerprotection statutes, the Texaslegislature enacted the TexasResidential ConstructionLiability Act in Chapter 27 ofthe Texas Property Code(RCLA). RCLA framed con-struction defect claims into spe-cific procedural and damagelimitation considerations.However, it seemingly did littleto reduce the number of suitsand arbitrations or to reduce thelarge damage claims sought byhomeowners against builders. Inresponse to a very powerfulTexas builders’ lobby — withinput from a somewhat lessinfluential consumers’ lobby —the Texas legislature enacted theTexas Residential ConstructionCommission Act (TRCCA) in2003. The general purpose ofTRCCA was to provide a builderregistration program, provide a

mandatory administrative state-sponsored inspection and dis-pute resolution process for con-struction defects and set forthminimum building standardsand warranties for residentialconstruction. Without gettinginto the details of TRCCA, itshould be noted that an owner’sfailure to follow the mandatorystate-sponsored inspection anddispute resolution process couldresult in the owner losing theability to prosecute a claim incourt or through arbitration.

The mandatory and harsheffects of TRCCA, when com-bined with the economic down-turn, effectively resulted in liti-gated and arbitrated construc-tion defect claims virtually ceas-ing to exist between 2003 and2009 in Texas. However,TRCCA was subject to the sun-set laws governing administra-tive agencies and, as part of thesunset process, TRCCA wasrepealed in 2009. Now thatTRCCA has been repealed, own-ers and builders face going “backto the future” when dealing withconstruction defect claims undertraditional contract principles,consumer protection statutes,and the ResidentialConstruction Liability Act.

IMPLIED WARRANTIESWhen TRCCA was dissolved

in 2009, one of the conse-quences was the removal of theminimum building standardsand warranties for residentialconstruction. With TRCCA outof the way, the common law ofTexas which existed at the timeof TRCCA reappeared. Throughseveral former Texas Supreme

Court decisions, two commonlaw implied warranties onceagain set the standard for resi-dential construction defects inTexas.

The first implied warranty isthe “warranty of good and work-manlike manner.” This warrantyrequires a contractor to con-struct a residence in the samemanner as would a generallyproficient contractor engaged insimilar work and performingunder similar circumstances.Any express warranty mustequal or exceed the performancerequired by the implied warran-ty of good and workmanlikemanner, and it cannot complete-ly disclaim the implied warrantyby providing performance stan-dards that do not meet or exceedthose required by the residentialconstruction industry.

The second implied warrantyis the warranty that the home issuitable for human habitationand only extends to defects thatrender the home unsuitable forits intended use as a home. Thiswarranty is only applicable tolatent defects, that is thosedefects that are not disclosed orclearly known to the buyer of thehome. This warranty may not begenerally disclaimed. If fully dis-closed by a builder to a buyer,those defects which are know-ingly and voluntarily acceptedwill not be subject to the impliedwarranty of habitability.

DECEPTIVE TRADEPRACTICES: THE HOMEOWNER’S SWORD

The Deceptive Trade Practices— Consumer Protection Act(Section 17.41 et. seq. of theTexas Business and CommerceCode, herein DTPA) applies tothe sale of homes. The DTPAexpressly allows a consumer tomaintain an action where thebreach of an express or impliedwarranty produces economicdamages or damages for mentalanguish. Where a builder hasnot built the home in “a goodand workmanlike manner” or to

be “habitable,” such builder hasbreached either or both of thetwo warranties implied by lawon a new residence, thus makingsuch “breach” actionable underthe DTPA.

The benefits that the DTPAprovides over general contractprinciples are primarily two-fold. First, the claimant only hasto show that its damages were“produced,” rather than “proxi-mately caused,” by the builder’sbreach of the implied warranty.This means that the claimantneed not prove that any result-ing damages were reasonablyforeseeable. Any damages, nomatter how remote, may beproven by the claimant, so longas they result from the builder’sbreach of the implied warranty.Secondly, where the claimantcan prove that the builder inten-tionally or knowingly “breached”the implied warranty, theclaimant may also be awardedmental anguish damages and upto three times the claimant’sactual or economic damages.

RESIDENTIALCONSTRUCTIONLIABILITY ACT: THEBUILDER’S SHIELD

Since the expiration ofTRCCA, RCLA continues toprovide builders with a statutoryfilter through which construc-tion defect claims must navigate.While RCLA does not in and ofitself provide the homeownerwith a separate cause of actionagainst a builder, failure to com-ply with the act has conse-quences for both the homeown-er and the builder.

First, RCLA makes it clearthat to the extent of any conflictbetween RCLA and the DTPA,the provisions of RCLA will con-trol. Second, RCLA limits theliability of a contractor fordefects caused by several statu-tory acts which are deemed tobe outside of the contractor’scontrol. Third, RCLA requiresthat the homeowner give thecontractor at least 60 days priorwritten notice by certified mailof the specific constructiondefects that are the subject ofthe complaint prior to filing suit

or invoking arbitration proceed-ings. Fourth, RCLA allows thecontractor during the first 35days following receipt of thehomeowner’s RCLA notice toinspect the home and construc-tion defects by supplying thehomeowner with a writtenrequest for inspection.

Fifth, RCLA allows the con-tractor to provide a written offerof settlement to the homeownerby certified mail that mayinclude an agreement by thecontractor to repair or haverepaired any of the applicableconstruction defects and maydescribe the kind of repairs to bemade. Additionally, under cer-tain specific circumstances, thecontractor may also make anoffer to repurchase the home.Any offered repairs must bemade not later than 45 daysafter the contractor’s receipt ofthe homeowner’s written accept-ance of the contractor’s offer,unless delayed by the homeown-er or by other events beyond thecontractor’s control.

Sixth, if the homeownerbelieves that the contractor’s ini-tial offer of settlement is not rea-sonable, then the homeownermust advise the contractor inwriting of such fact and providedetails on why within 25 days ofreceipt of the contractor’s initialoffer. In such instance, the con-tractor has an additional 10 daysfrom receipt of such notice fromthe homeowner to make a sup-plemental written offer of settle-ment to the homeowner.

Seventh, if the homeownerrejects a reasonable offer fromthe contractor or fails to permitthe contractor to perform undersuch offer after acceptance, thehomeowner’s damages are limit-ed to the greater of the value ofthe contractor’s repair offer, ormonetary settlement offer; andthe homeowner’s reasonable andnecessary attorney’s feesincurred before the offer wasrejected. Where a contractorfails to make a timely reasonableoffer, the immediately precedingdamage limitations do not apply.Regardless, the current version

price volatility to risk. Valueinvestors know this is silly, typi-cally witnessing two or three 5percent market pullbacks annu-ally, often resulting in at least one10 percent correction. Bear mar-kets of 20 percent or more typi-cally occur every two to threeyears and major plunges of 40percent or more rear their headsonce or twice a decade.

Graham, and his best studentsought these moments of high-volatility to exploit dislocationsbetween price and value. Mostpeople are familiar with the quip,“Be greedy ONLY when othersare fearful.” This goes to theheart of the Mr. Market lesson.

So if one believes there aretimes when price does not equalvalue, and that low price-to-valuetime periods are great opportuni-ties to buy vs. high-price-to-valuetime periods being sound timesto sell, successful investors mustdedicate themselves to identify-ing the value of a business. It isonly when you have a highdegree of confidence in the valueof a business that you can identi-fy when Mr. Market is beingmoody.

Graham and Buffett instructus here as well: “Your goal as aninvestor should simply be to pur-chase, at a rational price, a partinterest in an easily understand-able business whose earningsare virtually certain to be materi-ally higher five, 10, 20 years fromnow. Over time you will onlyfind a handful of companies thatmeet these standards — so whenyou see one that qualifies, youshould buy a meaningful amountof stock.”

There are lots of interestingnuggets packed in this quote alsotaken from Buffett’s 1996 letter,but we believe the most impor-tant centers on the “easily under-standable” part. In the universeof 5000 publicly traded stocks inthe U.S., and probably another10,000 more around the world,there are likely a select few the

The Sheraton at theCapitol is the headquar-ters hotel for the 2013

Denton County Days isdesigned to acquaint the state’stop elected decision makers andkey agency officials with themany assets of the county, andheighten the overall image andvisibility of the North Texas area.

A joint project of the chambersof commerce of Denton County,this event has been held in con-junction with every regular ses-sion of the Texas Legislaturesince 1987. Nearly 150 NorthTexas area business leaders andlocal government officials trav-eled to Austin in 2011.

Although not specifically con-nected with the Denton CountyDays events, the DentonChamber also helps coordinate ajoint positions agenda with theDenton City Council, DentonISD board and area universities.

of RCLA seems to prohibit ahomeowner from recovering anydamages other than the follow-ing reasonable and necessarydamages which are proximatelycaused — must be “foreseeable”— by a construction defect: costof repairs; cost for the replace-ment or repair of goods dam-aged in the residence; engineer-ing and consulting fees; expens-es for temporary housing; orreduction in fair market valuerelated to any structural failureand attorney’s fees. Note that theheightened causation standardof “proximate cause” is reintro-

duced, and the limitations ondamages supplied by RCLAappear to completely remove thestatutory mental anguish andmultiplication of damages whichwould otherwise be allowed bythe DTPA.

Finally, under RCLA, eitherthe homeowner or the contrac-tor may force the constructiondefect disputes to be mediated.

As you can see, constructiondefect claims can be extremelycomplicated for both the home-owner and the builder.

Failure to follow the statutoryrequirements of RCLA may haveserious consequences for eitheror both parties. Therefore, if you

find yourself in such a situation,it is always advisable to seek theadvice of a competent attorneywho regularly deals with con-struction defect cases.

RAYZOR RANCH KEEPSBUILDING

Throughout the year theRayzor Ranch development,located on U.S. Highway 380,added a slew of smaller storesand businesses at itsMarketplace, which is also hometo Sam’s Club and Wal-mart.And it ended the year on a highnote with the announcementthat Kohl’s would be coming tothe Marketplace while Dillard’swould be coming to the TownCenter, a project that’s been onhold since 2007.

There is currently a Dillard’sat Golden Triangle Mall andofficials with both entities

weren’t immediately surewhether the retailer would oper-ate two stores in Denton.

Along with Kohl’s, RayzorRanch officials announcedFamous Footwear, Petco and aJo-Ann Fabric and Craft wouldalso open in the Marketplace in2013.

Some of the other additions tothe Marketplace include CowboyChicken, which features a realwood-fired rotisserie chicken,Denton Regional MedicalCenter’s new Urgent CareCenter, Top That! Pizza,Mooyah, Denton’s second loca-tion for the hamburger restau-rant and Villa Grande, a Mexican

and Tex-Mex restaurant.

GOLDEN TRIANGLE MALLKEEPS RENOVATING

Across town, the GoldenTriangle Mall, located on Loop288, made strides in its renova-tion project, which will continueinto the new year. It updated itsinterior with a new center courtand many of the storefrontsreceived facelifts. In 2013, therenovations will focus on theexterior as well as the expansionof the mall’s existing food court.

The mall was purchased inNovember 2011 by GTMDevelopment Ltd., a limitedpartnership between Cencor

Realty Services and MGHerringGroup, an Arizona-based EnPertignus Holding Corp., awholly owned subsidiary ofJPMorgan Chase & Co.

The Golden Triangle Mallbegan construction on the inte-rior. Renovations on the765,000-square-foot shoppingcenter began in April.

STERLING FRY STREETOPENS

Over by the University ofNorth Texas, the Sterling FryStreet development changed thelandscape around Cool Beans.The mixed-use developmentopened its 194-unit apartmentcomplex for college studentswith 614 beds. It also added sev-eral restaurants to its 10,500-square-foot retail space, includ-ing Potbelly Sandwich Shop,Chipotle Mexican Grill,

MacDaddy’s Macaroni andCheese Bar and Yogurtland.Another restaurant GRIPMediterranean Grill shouldopen later next year.

MOVING OUT AND MOVING IN

Denton had to say goodbye toseveral businesses throughoutthe year.

In January, officials withNucor Corp., the country’slargest steel manufacturer andthe parent company ofNuconsteel, announced plans toleave the business of fabricatinglight-gauge steel framing andclose its division located at 525S. Locust St.

Nucor entered the residentialand commercial light-gaugesteel framing business inNovember 2001 with the acqui-sition of Itec Steel Inc., which

became Nuconsteel shortlythereafter.

In addition to its Denton loca-tion, the company terminatedoperations in Dallas, Ga. Nucorhas facilities in the U.S. andCanada.

Kirkland’s Inc. alsoannounced in January it wouldclose its Denton location. But inits place, the Denton Crossingshopping center off Loop 288gained Rue21, a national cloth-ing store for young adults.

Fremaux’s MetropolitanCatering closed its doors inJune, after more than a decadeof catering for Denton residents.

Chuck Fremaux, owner of the13-year-old catering business,cited a variety of reasons for theclosure, including other weddingvenues and event facilities open-ing in Denton and making itchallenging for his business.

In July, Hastings Books Musicand Video went out of businessbecause profits were down. TheDenton location employed 35full-time and part-time employ-ees.

As the year came to a close,Amy and Joey Hawkins, whoown both Jupiter House loca-

tions, announced they’d be shut-ting the Jupiter House-Europalocation at 503 W. UniversityDrive. The couple plans toreplace it with a bagel shop —Royal’s Bagel and CinnamonRoll — next year.

Another coffee shop acrosstown also announced it wasclosing.

After three-and-a-half yearsin business, the owners of CafeDu Luxe announced that theywill be closing their restaurantlocated inside the Unicorn Lakedevelopment.

Another big surprise at theend of the year was theannouncement that Love Shack,a burger joint at 115 E. HickorySt. that had only been in busi-ness for 18 months, would beclosing.

A sign outside the restaurantstated that owner Tim Lovewould be “re-designing and ren-ovating the space, which willopen with a new concept inearly 2013.”

But Denton also welcomedsome new businesses in 2012,including Hoochie’s Oyster Bar,which opened on Bell Avenue inthe spring, offering a relaxing

atmosphere where people canhang out, listen to live musicand enjoy seafood.

Owner John Blackwood hasbeen working on revamping theold yellow house since lastOctober with his business part-ner, Sam Solomon.

Peerless Manufacturing Co.broke ground on a more than30-acre lot near Denton Airportin the fall. Slated to open in thesummer of 2013, the approxi-mately 80,000-square-footmanufacturing facility — withroom for expansion — morethan triples the size of the com-pany’s current approximately22,000-square-foot facility inthe 1100 block of Duncan Street.The new facility’s price tag totalsabout $9 million, according tocompany officials. When thefacility is fully operational, thecompany looks to employ about160 people.

with an attached full servicehotel with about 300 rooms,calling the hotel market “fragile.”

The proposed center at theformer site of the RadissonHotel, dormant since 2009,revived at the beginning of theyear with an unsolicited propos-al from Missouri-based O’ReillyHospitality Management LLC. Apreliminary agreement betweenDenton, O’Reilly and UNT,which owns the land, shows cityleaders paying for the $25 mil-lion convention center with city

tax revenue from the project andlease payments from O’Reilly.

After hearing about therevived project, Denton hotelowners wrote a letter to the city’sdirector of economic develop-ment saying because of the stateof the lodging environment thenew hotel would pull revenueaway from existing ones. About1,000 of the 2,100 hotel roomsin Denton are empty everynight, driving down earnings solow that some owners are hav-ing trouble making their mort-gages.

The hoteliers asked the city to

update its 2009 hotel marketstudy but city officials said theyalready invested in a study.

Hoteliers have been clear thatit’s not the convention centerthat concerned them but thehotel attached to it.

UNEMPLOYMENT SAWDECLINE

The unemployment ratedeclined during the first fewmonths of the year thenincreased during the summermonths before beginning todecline again in the fall.

In July, Erica Sullivan, eco-

nomic development analyst forthe City of Denton, said theincrease in unemployment inthe summer occurs every yearbut that the city’s rate remainslower than the county, state ornational averages.

Unemployment was on thedecline again in August andcontinued to decline intoSeptember but holding flat inOctober.

While unemployment sawimprovement most of the year,Peterbilt Motors Co. had tworounds of layoffs in July andOctober. The truck manufactur-

ing company with a plant at3200 Airport Road laid off 250employees in July. It wouldn’tdisclose the number of employ-ees laid off in October.

Unless Peterbilt submits anotice under the WorkerAdjustment and RetrainingNotification Act, the exact num-ber of employees laid off doesn’thave to be disclosed to the cityor the state.

career. It has been my pleasure towork in the EconomicDevelopment Department for theCity of Denton for more than 22years. My life is so different thanI ever imagined it might be, andthat’s because of the incredibleopportunities and challengesplaced before me during my termas director of economic develop-ment, and the support of friends,colleagues and many leadersthroughout the community.

I’ve always said that mine isthe best job in the city. I have thebest staff and we have the mostfun getting our work done.There are probably a few otherdirectors who might contend thattheirs is the best job — but theywould be wrong! I’ve had thehonor to work with wonderfulCity Council members who dedi-cate a tremendous amount oftheir time and energy to Dentonjust because they care about thecommunity. I’ve worked underfive great city managers and haveformed life-long friendships with

some pretty fantastic people. People say you are lucky when

you are in the right place at theright time. I have been very lucky.There is no better place for aneconomic development profes-sional. The city and the chamberhave a strong partnership, and Iam eternally grateful for ChuckCarpenter and Karen Dicksonwho continue to share the vision.In Denton we are so fortunate tohave a diverse business base.We’ve seen the economy in othercities spiral down when a majoremployer leaves or closes. And,sadly, due to the economy or anumber of other reasons, we’veseen some of our larger Dentonbusinesses close their doors —Moore Business Forms, Texas

Instruments, AndrewCorporation, and RussellNewman to name a few.However, the community contin-ues to thrive and new businesseshave kept Denton’s head abovethe recessionary waters — UnitedCopper, Flowers Foods,Schlumberger, Fastenal andLabinal are some. Several of ourexisting businesses have done sowell that they expanded — likeSally Beauty, Peterbilt, Jostensand Mayday.

There are so many reasonswhy I’m proud to be in Denton:incredible medical facilities, twogrowing universities, a vibrantarts and entertainment commu-nity and the most generous,involved citizens. I’m so happy tohave been here to see our down-town redevelop and to see thearrival of the commuter rail. As Iretire, I just wanted to say, “thankyou, Denton.” You were by myside as I became a UNT alum,you witnessed the high schooland college graduations of mychildren, and you grieved withme over the passing of my hus-band. You are the best!

average investor can trulyunderstand well. This is whatGraham calls a “circle of compe-tence”.

There is no reason for aninvestor to chase the latestsocial-media darling, South-African gold miner or phase-three Alzheimer-drug maker.There is little chance any ofthese truly lie within your circleof competence. But we bet justabout anyone reading this article— with some basic lessons onvaluation — could assess thefuture prospects of Coca-Cola,Wal-mart or Berkshire-Hathaway.

My business partner and Ispend a lot of time trying toexpand our circle of compe-tence. That is why you haveseen articles these past few yearscovering companies like Shaw

Industries (a power-plant con-tractor), Nu Horizons (an elec-tronics component distributor),and Bronco Drilling (an on-shore rig operator) in additionto the more familiar namesabove. But we are professionalfund-managers. This is our full-time vocation, even passion.

But the average investor cando quite well knowing, under-standing and following a hand-ful of simple companies. If youtruly build a circle of compe-tence around a company, thenyou will know when the marketprice has drifted away from truevalue of your business — andyou can invest accordingly.

The key here is the vastmajority of businesses shouldsimply be put on the too hardpile. There are no called strikesin this game. There is no penal-ty for not swinging. Pick yourpitches and hit the fat ones.

LESSON 3: MARGIN OFSAFETY

Now you know price does notalways equal value and you havespent enough time to understanda particular business to recognizewhen this phenomenon is occur-ring. The third lesson simplysays only buy when you have abig enough margin of safety toaccount for the fact you might bewrong in your assessment.While the goal of any investmentis to make money, first and fore-most, we need to do all we can toprevent losses.

If we think about capitalpreservation first, we buy with ahigh degree of confidence ourdownside is protected. Then, ifour assessment of the price ver-sus value equation is correct,when Mr. Market realizes he wasbeing silly and offers a more fair

Sometimes Mr. Market maywake up from his depressionquickly, sometimes it takes three,four or five years. The key is toonly buy at a big enough discountso that if business conditionsworsen the likelihood of true cap-ital losses are low, and so that ifyou have to wait a while for Mr.Market to perk up, you areappropriately compensated foryour patience.

LESSONS 4: GREAT BUSINESSES

While the first three lessonsflow straight from the teacher,Buffett expanded upon these coreprinciples as his investmentcareer matured. In contrast toBuffett’s early years as a hedgefund manager when he oftenbought average businesses pricedat large discounts to their liquida-tion value, as Buffett’s investmentcompany grew and his availableuniverse of investment opportu-nities shrank, he narrowed hisfocus to high quality businesses.

While still applying Graham’slessons, Buffett found buyinggreat business at a fair price was

easier, and safer, than buyingmediocre businesses at a greatprice. Over the years, it’s nowonder companies like Coca-Cola, Wells Fargo and Geico havefound their way into his portfolio.All were understandable busi-nesses. All were bought at timeswhen the market price was wellbelow their intrinsic value, creat-ing large margins of safety.

But perhaps more importantly,these businesses were of suchhigh quality, their long-termearnings power nearly guaran-teed their worth would increasesubstantially over the years, wellahead of the eroding effects ofinflation. Given our govern-ment’s penchant for steadydebasement of our currency, thisis very meaningful over long peri-ods of time.

In our own fund, we have theluxury of a much wider universeof opportunities versus Buffett.This flexibility allows us to go towhere the best values happen tobe — whether that’s in Wal-mart,the world’s largest retailer, orMiller Energy Resources, amicrocap oil and gas company inAlaska. But most investors arelikely to do just fine if they con-fine their short list to the world’sbest businesses, where their circleof competence is likely to be the

strongest, and buy them whenthe market assumes these domi-nant players will never growagain.

LESSONS 5: GREAT MANAGERS

The corollary to great busi-nesses is great leaders at theirhelms. In the mid-80s, Buffettonce explained managementreally only has two jobs: the firstis to find, hire and retain the besttalent to run the operations of abusiness; the second is capitalallocation. Unfortunately mostmanagement teams are terribleat this.

Over the course of theircareers, most Chief ExecutiveOfficers demonstrate remarkableskills in sales, or marketing, orproduction, or research anddevelopment — and they rise tothe top based on these skills. Butnone of these skill sets necessarilyteach the leader how to invest.

This is evidenced by most ofthe merger and acquisition activi-ty CEOs initiate. Over the years,few deals have actually benefitedshareholders, increasing theintrinsic value per share of theenterprise. Instead, most dealsfuel the CEO’s animal spirits togrow larger simply for the sake ofbeing larger, to bid up acquisition

candidates because their com-petitors are bidding too, to useshareholder funds like monopolymoney since most CEOs own toolittle of the enterprises they run.The disastrous exploits byHewlett-Packard’s bevy of over-paid and under aligned CEOsover the past few years quicklycome to mind.

One of the ways to combat thisis to narrow your target list ofcompanies to those who havegreat managers at the top.Managers who own several mul-tiples of their annual salary incompany stock are more likely torun the business with an owner’smentality, one that maximizesshareholder value rather thanone that simply expands theCEOs sphere of power.

Companies with long recordsof high Returns-on-Equity(ROE) are often businesses whohave disciplined capital allocatorsas well. Only when managerseffectively invest the shareholder’smoney will long-term ROE beabove average.

In our own fund, this criterionis key to our investment deci-sions. Having managers who areheavily aligned with shareholdervalue helps ensure destructivecapital allocation decisions areavoided, and when companies

find themselves priced belowtheir intrinsic value, these man-agers can help shareholders byinitiating accretive share repur-chases. This tax-efficient exploita-tion of the price-to-value gap actson behalf of shareholders whenthey may not have funds to do itthemselves, and increases share-holder returns over time.

While these five lessons are notan exhaustive list of all the learn-ings from Graham and Buffett’svalue investing philosophy, theycomprise a core framework ofprinciples for all rationalinvestors. In our own fund, wesupplement these with other val-uation, portfolio managementand macro-economic insights.But if investors simply keep thesefive in mind, the power of the les-sons may change your life as well.
