Chairman's letter

Dear Shareholder,

2005 was once more a successful year for Indra. We again outper-formed the market and the sector’s main companies while conti-nuing to improve on already high profitability and achieving all our objectives to a highly satisfactory degree.

Order intake, revenues and the order backlog grew at a double-digit pace consistently across our businesses, encompassing Solutions and Services, domestic and international markets, institutional mar-kets and the rest of the arenas in which we operate.

These favourable results are the product of the steps taken in recent years, and pursued in 2005, to build and expand on our capacity to generate new solutions and services, enter new demand segments and customers, and continuously improve operating profitability and fund generation.

Perseverance with this strategy is sure to bring further high growth above the sector average, together with added profitability. This is once more reflected in the objectives announced for 2006.

This coming year and successive years will show that our potential to grow and build value in the medium term exceeds our past per-formance projected into the future.

The high potential that we are convinced will be demonstrated in the future is founded on three core areas, wich are also our main challen-ges. Firstly, in the domestic market, the general outlook for the sec-tor is more favourable than in previous years and we see opportuni-ties to continue to increase our market share and leading position. Secondly, in international markets, the company’s competitiveness and project management and execution capabilities have already been demonstrated, the potential market is now considerably larger and we aspire to leading positions in both the developed regions and the most relevant emerging regions. Thirdly, we plan to leverage the company’s financial capacity in order to make acquisitions that will bolster our competitive position and generate sustainable value.

This confidence in our future and our commitment to permanen-tly monitor the company’s balance sheet structure has led us to upgrade the criteria applied to direct shareholder remuneration and propose an ordinary dividend for 2005 equal to 55% of consolidated profits, which is twice the figure paid out in the previous year.

In 2005 we continued to improve best practices in corporate res-ponsibility and governance, as well as communications with the investor community, in line with our permanent objective of building confidence in all our stakeholders and consolidating market percep-tion of our company’s value, which once again improved.

We trust that these measures and proposals, together with our management of the company’s affairs in 2005, will merit your approval.

During 2005 the information technology services market confirmed its growth trend and the transformation process that is bringing major development and growth opportunities for the sector’s busi-nesses.

This process is dividing the sector into two entirely separate seg-ments consisting of services, in the strictest sense, and solutions.

Strategic positioning

Indra’s growth strategy is intimately linked to the conception of our business project. From the beginning, we committed to innovation and the development of in-house technology. By persevering in this direction, we have gained a leading position in the Spanish market and considerable international presence in high technology sectors.

In view of the challenges envisaged in coming years, the company continues to focus on international expansion and to develop value-added services and solutions in which process innovation leverages the optimisation of business productivity and costs. These are the services and solutions with the most future potential. Developing them requires a strong commitment to innovation and talent mana-gement, the factors that actually add value to technology.

As innovation is a basic aspect of Indra’s sustainable development and therefore an obligation vis-à-vis our shareholders, we have also included innovation among our responsibilities and commit-ments with respect to the rest of our stakeholders (customers, employees, suppliers), as well as the institutions that drive and develop innovation in the communities in which we operate, and society at large.

Corporate governance

Indra has always been firmly committed to excellence in corporate governance and to the quality of our relations with shareholders and investors. Since 1999, the company has published an annual report on corporate governance, addressing both legal require-ments and domestic and international corporate governance best practices and recommendations.

Talent management

Indra’s business project is based on employee talent. Our emplo-yees are the ones that innovate and create value. We are fully aware that the value of our solutions and services depends direc-tly on the capacity to attract, motivate, develop and retain the best professionals. Talent management is therefore a priority at Indra.

Indra worldwide

At Indra, and given our leading position in the Spanish market, we are aware that a large part of our growth opportunities must be sought in international markets. Accordingly, we have focused on consolidating our domestic position and step-ping up international expansion in recent years.

In 2005, Indra has built on its presence in international markets, where the quality of our solutions and services and our commercial capacity are welcomed. Inter-national revenues account for 35% of the Group’s total, having risen by 14%. This increase in the number of international projects has forced us to make commercial investments and to open new offices from which to support our activities and also intensify the international expansion process in the future.

Indra’s main markets are still the highly-developed or fast-developing countries, which demand the majority of highly-technological solutions and services. In terms of developing markets, Asia-Pacific and Eastern Europe, in particular, are beco-ming more relevant due to their large growth potential.

Indra’s future is closely tied to Asia-Pacific, where the market volume and rate of growth represent a huge challenge for a company such as ours. In 2002 we formed Indra Beijing IT Systems (based in China) to build business in China and in neighbouring countries such as Thailand, Malaysia and Singapore. The main opportunities in this region are in the air traffic control segment.

Eastern Europe is also developing rapidly thanks to the cohesion and structural funds received from the European Union. Indra has been operating in Eastern Europe since the nineteen nineties, for this reason, a new Indra company was set up in Poland in 2005 to focus on the East European countries.

Indra is organised around three business areas: Information Technologies, Simulation and Automatic Test Systems, and Defence Electronics Equipment. Over the years we have gained com-prehensive insight into each business and crafted solid relationships with customers.

Information Technologies

Information Technologies form Indra’s core business, comprising acti-vities undertaken to convert information into value for our customers through solutions and services targeting vertical markets.

Simulation and Automatic Test Systems (SIM/ATS)

The SIM/ATS area develops solutions and services for training users of complex platforms, and systems for detecting electronic equipment failure at a highly complex and critical level. These activities relate mainly to the aeronautical sector, although there is increasing demand for defence and civil applications.

Defence Electronics Equipment (DEE)

The Defence Electronics Equipment area is engaged basically in desig-ning, developing, integrating, producing and maintaining sophisticated electronic equipment for avionics and defence platforms.

Key figures

At 31 December 2005, the company’s share capital amounted to Ð29,237,585, consisting of 146,187,926 fully subscribed and paid up shares with a par value of Ð0.20 each. Capital is divided into 144,781,656 series-A ordinary shares, 766,819 series-C redeema-ble shares and 639,451 series-D redeemable shares, all of which are listed on Spain’s four stock exchanges.

The series-A ordinary shares have been listed on the continuous market since 23 March 1999, in the Electronics and Software sub-sector of the Communications and Information Services sector. On 1 July 1999, Indra was included in the selective IBEX 35 index, which is formed by the 35 most representatives companies listed on the Spanish stock exchanges, in terms of market capitalisation and liquidity. At 31 December 2004, Indra’s stock accounted for 0.59% of the index.

Accordingly, at 31 December 2005 the company’s main shareholder is still Caja Madrid, with a 13.33% stake. The registers kept by the National Securities Market Commission (CNMV) indicate that the companies Chase Nominees Ltd, State Street Bank and Trust Co, Fidelity International Ltd and Barclays Bank gave notice of 10.08%, 6.49%, 5.13% and 5.15% stakes on 17 December 2004, 2 Februa-ry 2005, 27 April 2005 and 21 November 2005, respectively. In the former two cases, the investment is held for the account of third parties, none of which own more than 5% of the company.

Stock Market Performance

Overall, in 2005 the stock market continued the recovery that com-menced in the second half of 2003, a recovery that began to affect the Information Technology Services sector, in which Indra carries on most of its business. Investors had discounted a business reco-very that appears to be finally occurring, causing a 28% rise in the main sector companies in 2005.

Indra formed part of this recovery, achieving 31% growth in 2005, above both the sector average and the performance of the two ma-jor sector indices in which Indra is included: FTSEeTX (27%) and MSCI Europe IT Services (25%).

The following graph shows Indra’s performance in relation to the IBEX 35 and to average figures for the main European IT services companies (base value of 100):

Since the 2005 year end, Indra’s position in the sector has further improved, a circumstance that has been clearly perceived by the market. The stock’s market value at year-end 2005 was 369% up on its value at the date of the IPO in March 1999, as compared with a sector average fall of 52%.

Dividend charged to 2005 profit

The dividend proposed by the Board of Directors for approval by the Annual General Meeting is twice the ordinary dividend paid in the previous year, as shown in the following table:

Shareholder and Investor Relations

In 2005 Indra continued to apply an active communications policy in order to ensure optimal transparency and information disclosure to the financial markets, making numerous presentations to institutional investors and analysts in Spain, Europe and the United States.

At 31 December 2005, a total of 41 analyst firms were actively engaged in preparing regular company reports covering Indra, including 24 inter-national firms and one firm whose coverage commenced in 2005.

Indra has a specific department serving its shareholders, the Share-holders’ Office (tel.: +34 91 480 98 00, [email protected]), which responds to all their queries and information needs.
