BackgroundOver the past ten years, many farmers haveimplemented managed grazing on their livestock anddairy farms. Farmers using managed grazing moveanimals to fresh pasture on a regular basis andmanage the pastures to maximize the quality andquantity of feed. Farmers divide pastures by fencingthem into smaller units called ‘paddocks.’ Aftergrazing, the paddocks are rested so the plants canrecover and regrow before being regrazed. Animalson a managed grazing farm derive a major portion oftheir feed from pasture during the grazing season.

In contrast, many other farms use continuousgrazing, where animals graze the same pastures over along period of time. While animals benefit from freshair and exercise, these pastures do not provide muchquality feed.

In Wisconsin, a growing percentage of dairy farmersare using managed grazing. Survey research fromthe Program on Agricultural Technology Studies(PATS) at UW-Madison shows that in 1993, 7percent of Wisconsin dairy farmers used managedgrazing; in 1995, 14 percent; in 1999, 22 percent;and in 2003, 23 percent. These farmers vary in theirapproach to grazing: one-third of the respondentsusing managed grazing in 1999 moved their milkingcows to fresh pasture once a day or more; anotherthird moved cows every two to six days; and theremaining third moved cows weekly.

Beginning farmers are much more likely to usemanaged grazing than other dairy farmers. A 1996PATS survey showed that nearly 30 percent of newdairy farmers used managed grazing, almost twice the14-15 percent rate for dairy farmers as a whole atthat time. Additionally, nearly 46 percent of newfarmers indicated that they planned to use improvedpastures to obtain feed for their milking herd in thefuture.

A managed grazing system is usually less expensive toset up than a confinement dairy. Since the cowsharvest a portion of their feed and spread their ownmanure while grazing, less equipment is needed forfeed and manure handling compared to confinementfarms. Cows tend to live longer on managed grazingfarms, meaning less money is spent on replacementanimals. There is also more income potential fromselling heifers.

Typically, farms using managed grazing produce lessmilk per cow than confinement farms. However, aseries of economic studies in Wisconsin andelsewhere show that, for many dairy farmers, thesavings they realize from using managed grazing morethan offsets the loss in milk revenues due to lowerproduction. These studies show that grazingfarms are economically competitive withconfinement operations. This report detailssome of the principal findings of this economicresearch.

Study descriptionsTom Kriegl of the UW-Madison Center for DairyProfitability has been analyzing financial performanceof graziers with the Wisconsin Grazing DairyProfitability Analysis every year since 1995. In thefirst year, data from 19 farms were summarized; thatnumber rose to 31 in 2002. In 2000, a USDAInitiative for Future Agriculture and Food Systemsgrant expanded that research to a regional studycovering finances on managed grazing dairy farms inthe Great Lakes states, plus Iowa and Missouri. Datafrom 92 grazing farms were summarized in that studyin 2000; 126 in 2001; and 103 in 2002. Farmersparticipating in these financial surveys must earn85% or more of their gross income from milk salesor 90% from dairy livestock sales plus milk sales. Tobe considered a grazier, a farmer must harvest over30% of seasonal forage needs by grazing and mustprovide fresh pasture at least once every three days.

Standardization of data handling and analysisprocedures relied heavily on the Farm FinancialStandards Guidelines (revised December, 1997). Thecomputer program Agricultural Financial Advisor(AgFA) was used to analyze the data.

Key findingsKriegl reports several key points in his analysis:• In Wisconsin and New York, graziers had more

NFIFO* per cow and per hundredweightequivalent (CWT EQ**) than their confinementcounterparts in these states. In addition,Wisconsin graziers had more NFIFO per cow andper CWT EQ than graziers in most other statesproviding data.

• Farms using managed grazing consistently showedhigher net farm incomes from operations(NFIFO) per CWT EQ and lower costs perCWT EQ than traditional and large modernconfinement farms in Wisconsin.

• Farmers who switch from confinement dairyfarming to managed grazing need not sufferfinancial hardship during the transition.

And comparisons between grazing farms show that:• The average most profitable grazing farm in

Wisconsin produced slightly more milk per cow

*NFIFO (net farm income from operations): the income after all costs except unpaid opportunity costs have beenaccounted for. NFIFO represents returns to unpaid labor and unpaid management, and unpaid equity (owned)capital invested in the business. NFIFO is the amount of income a family could ‘consume’ frombusiness earnings in a given year without reducing business cost basis net worth.

**CWT EQ (hundredweight equivalent): an indexing procedure which focuses on the primaryproduct that is sold and standardizes farms in terms of milk price and many other variables foranalysis purposes. The use of an equivalent unit is the most meaningful measure when calculating the cost ofproducing milk, because dairy farm businesses have multiple sources of income. The measure is calculated bysumming the income from the sale of all products produced on the dairy farm and dividing by the nationalaverage milk price to calculate the equivalent number of hundredweights sold. The equivalent hundredweightsare then divided into the expenses to calculate the cost per CWT EQ. (See Cost of Production Versus Cost ofProduction, Dr. Gary Frank, UW Center for Dairy Profitability, 1997.)

and had slightly lower costs per cow and higherincome per cow than the average least profitablegrazing farm. The average most profitablegrazing group had a better handle on mostcategories of costs, did a better job of generatingincome, and had lower interest, depreciation,and labor and management expenses.

• The average grazing dairy farm with under 100cows had more NFIFO per cow and per CWTEQ than those with over 100 cows. Lower laborcosts account for much of this advantage.

• Graziers are making a variety of strategies workfor them. Some graziers use a seasonal calvingstrategy, some are certified organic, and someuse milking parlors. No single approach seems tobe the right or only way to manage a grazingdairy farm.

Researchers used standardized data to compare thefinancial performance of grazing and confinementdairy herds in both Wisconsin and New York. Theresults from New York were very similar to theWisconsin results discussed below, although theWisconsin grazing farms and confinement farmswere more profitable than their counterparts in NewYork.

Grazing farms produced less milk per cow, and, withsmaller herds, less milk per farm than confinementdairy farms. However, allocated costs, which includeall costs except the opportunity cost of unpaid labor,management, and equity, were 15 percent lower perhundredweight equivalent (CWT EQ) for grazingfarms than confinement farms in Wisconsin in 2002and 18 percent lower in 2001. (See the definitions ofcost types on page 5.) Grazing farms in Wisconsinhad a greater total Net Farm Income fromOperations (NFIFO) than confinement farms in2002, but not in 2001. See the footnote on page 2for complete definitions of CWT EQ and NFIFO.

Table 1 on page 4 shows that in both 2001 and 2002,grazing operations had the advantage for NFIFO percow and per CWT EQ. This was also true in 2000.Wisconsin graziers had higher NFIFO per cow andper CWT EQ than graziers in most states.

One noteworthy point of this data is that many of thelarger confinement farms rely on hired labor, while

many grazing farms rely on unpaid family labor. Thisgives a very real financial advantage to the grazingoperations. But does labor account for the entireadvantage? Kriegl gained additional insight into thedata by looking at how the farms would compare if alllabor and management were unpaid. In this scenario,the Wisconsin grazing farms still maintain anadvantage over confinement farms in NFIFO per cowand per CWT EQ, so labor isn’t the only factor.Kriegl found that the graziers in this study spreadtheir NFIFO per CWT EQ advantage among manycost factors.

Another limitation with this data is the low numberof participating graziers in Wisconsin. Howrepresentative is this group of all Wisconsin graziers?Data from a larger group of graziers in the GreatLakes states are shown in the far right hand columnsof Table 1. The Great Lakes data, with its largernumber of participants, show results similar to theWisconsin graziers, so we can infer the Wisconsinnumbers are indeed representative.

During the first four years of the Wisconsin analysis,data from the same 19 farms were summarized eachyear. Eight of those farms have participated in allyears of the study. For the second four years of theWisconsin analysis, additional farms were added tothe data set. The results obtained in the first fouryears were very similar to the results obtained in thesecond four years. This also indicates that the data isrepresentative.

The graziers’ control of operating expense,investment and debt more than offset theirdisadvantage in income and production perfarm and production per cow. Figure 1 onpage 4 shows that the average Wisconsin grazier wasmore profitable per cow than their averageconfinement counterpart in 2000, 2001 and 2002despite lower milk production per cow.

A comparison of three farm types in Wisconsinconfirms the results from other studies of grazingfarms’ financial performance: grazing farms have thehighest NFIFO per CWT EQ and the lowest basic costsof all farm types (see Figure 2 and Table 2 on page 6).Kriegl and Gary Frank used eight years of data fromWisconsin dairy farms to compare performance onthree types of farms. These were: managed grazingfarms, where an attempt is made to harvest asignificant portion of the herds’ forage needs viagrazing and labor is provided mainly by the farmfamily; traditional confinement farms, with 50 to75 cows in a stanchion barn, using stored feed andmainly family labor; and large modernconfinement farms, which have 250 or more cows,rely heavily on hired labor and stored feed, and useparlors for milking and free stall buildings for housing.

Nineteen to 31 managed grazing farms and 34-57 largemodern confinement farms were included in this study,compared to 180 traditional confinement farms.However, despite the small sample size, these farmsappear representative of their respective farm typesbased on grazing data from states in the Northeast U.S.which show similar results. Also, the consistencybetween farm types and magnitude of the differencesare compelling. The 2002 results are consistent withresults of each year since data collection andstandardization began.

Labor costs are handled differently on grazing andtraditional confinement farms than on large modernconfinement farms. It is common on grazing andtraditional confinement farms for family members to“draw their pay” from what is left over after all otherexpenses are paid. In contrast, owners/managers oflarge farm corporations more commonly draw theirsalaries before the NFIFO is calculated. The smallerfarms are also less likely to hire labor. In Table 2, therow titled ‘Average NFIFO per CWT EQ if all laborand management were unpaid’ addresses this situation.No paid wages or benefits to family or hired labor aresubtracted from income, so the net income to pay all

wages and family living is comparable for all farmtypes. Even in this scenario, the managed grazing groupremains highest for NFIFO per CWT EQ.

As expected, the large modern confinement dairyfarms with their high cow numbers usually take in thehighest level of total NFIFO per farm. The averagegrazing farm is similar in size to the average traditionalconfinement farm but provides more total NFIFO. TheNFIFO per CWT EQ was consistently highest on themanaged grazing farms, followed by the traditionalconfinement farms, with large modern confinementfarms last.

When comparing the systems by three major costcategories (basic, non-basic and allocated), grazingfarms consistently had the lowest costs per CWT EQ,followed by traditional confinement farms. (Basiccosts are all the cash and non-cash costs except theopportunity costs, interest, depreciation, paid labor,and paid management. Non-basic costs are interest,non-livestock depreciation, paid labor and paidmanagement. Allocated costs are the combination ofbasic and non-basic costs and do not include theopportunity cost of unpaid labor and management.)Large modern confinement farms usually had thehighest cost levels per CWT in all cost categories.

While total costs are not emphasized in the sourcedocuments, the author notes that graziers also had anadvantage at that level in most years.

Table 2 confirms the multi-state data: NFIFO perCWT EQ on managed grazing farms is consis-tently higher and the three main categories ofcosts per CWT EQ are consistently lower thanon other types of dairy farms, even thoughmanaged grazing farms produce less milk percow on average than other types of dairy farms.This was true in 2002 and in all previous years of thestudy (Figure 2). The graziers were more profitable inspite of—not because of—lower pounds of milk soldper cow.

“We’ve found that dairy farms using managed grazingcan provide a satisfactory income level on a farm thatone family can operate,” Kriegl says. What’s more,transitioning from a traditional dairy farm to amanaged grazing operation requires very littleadditional investment. “Someone who invests in awell-planned grazing operation will likely be able torecover most or all of their investment if a few yearslater they decide to switch systems or quit farming,”Kriegl adds. In contrast, if a farmer invests in a newconfinement system and decides to switch or quit ina few years, he or she would be lucky to recover halfof what was invested.

Because of the minimal additional investment forswitching to managed grazing, making a transitionneed not create financial hardship for a farm family.

Do some dairy farms stand a better chance thanothers of making a successful switch to grazing?Kriegl identified eight key characteristics that makean existing dairy farm a good candidate forswitching:

• A desire to achieve economic viability on a farmsmall enough to be handled by one family’s labor.

• Average or better management ability, sincegrazing is a different management systemcompared to traditional dairy farming, not areduced management system.

• A willingness to change and try new things.• The absence of much unproductive debt. A

switch to dairy grazing will not save a dairy farmburdened with a high debt load.

• The desire to avoid a new major investment.• Acceptance of a farming operation that

minimizes the use of equipment.• Income generation is not the weakest link in the

current operation (the average grazier loses someground in production and gross income per cowwhen switching).

• An intention to keep farming for more than oneor two years. For farmers who have alreadydecided to quit soon, developing an exit strategymay be more productive than learning a newmanagement system.

“Even before the Wisconsin Grazing Dairy Analysis,we knew that some graziers succeed while othersfail,” Kriegl says. “We knew the same was true forconventional farms.” In order to find out what themore financially successful dairy farmers were doing,Kriegl sorted the Wisconsin graziers’ andconfinement operators’ financial information intohalves. (Kriegl also carried out this comparison forGreat Lakes graziers). The top half had higher netfarm income from operations, as measured byNFIFO per CWT EQ sold, compared to the bottomhalf (see Table 3 on page 10).

Most and least profitable grazing farmsThe average most profitable grazier in Wisconsin in2002 had fewer cows, produced less milk per cow,had lower allocated costs per CWT EQ, and hadabout twice as much NFIFO per cow and per CWTEQ than the average least profitable grazier. They alsoreceived a higher average milk price than the leastprofitable group. No single reason explains this milkprice differential. The most profitable group had abetter handle on most categories of costs than theleast profitable group.(See definitions of threecost types on page 5.) Themost profitable groupspent less on interest,labor and management,and depreciation(included in non-basiccosts) than the leastprofitable group. The mostprofitable group had$0.96/CWT EQ lowerbasic costs; $1.21/CWTEQ lower non-basic costs,and $2.17/CWT EQlower allocated costs.

Most and least profitable confinement farmsThe most profitable confinement group had fewercows, sold about 5 percent less milk per cow, hadmuch more total NFIFO, NFIFO per cow and perCWT EQ, and had $2.33 lower allocated costs thanthe least profitable confinement group. The leastprofitable confinement group had a negative NFIFO.Even when NFIFO was recalculated as if all labor andmanagement were unpaid, the top group had abouttwice as much NFIFO per cow and more than twiceas much NFIFO per CWT EQ when compared to theleast profitable confinement group.

Looking at individual cost categories, the mostprofitable confinement group had small advantagesover the least profitable confinement group in manycategories. The most profitable confinement grouphad $0.70/CWT EQ lower purchased feed costs,$0.31/CWT EQ lower interest costs, and $0.67/CWT EQ lower non-dependent labor costs. Themost profitable confinement group had a milk pricethat averaged $0.35/cwt lower than the leastprofitable confinement group. The most profitable

Most profitable grazing and confinement farmsHow do the confinement and grazing systemscompare by most and least profitable farms? Themost profitable confinement group had the highestNFIFO per farm, followed by the most and leastprofitable grazing groups. The least profitableconfinement farms had a negative NFIFO per farm(Figure 3 above). The most profitable grazing grouphad slightly more than half as many cows, sold about73 percent as much milk per cow and generatedabout 77 percent as much NFIFO as the most

profitable confinement group. However, the averagemost profitable grazier had $247/cow and $1.93/CWT EQ higher NFIFO than the average mostprofitable confinement herd operator. The mostprofitable grazing group had a $0.88/cwt highermilk price than the most profitable confinementgroup.

The average most profitable grazier had $0.65/CWTEQ lower basic costs and $1.28/CWT EQ lowernon-basic costs compared to the average mostprofitable confinement operator. When NFIFO wasrecalculated as if all labor and management wereunpaid, the confinement group gained a slightadvantage over the graziers in NFIFO/cow but notper CWT EQ. However, all labor is not unpaid.

Least profitable grazing and confinement farmsThe average least profitable grazier had less than halfas many cows, sold about 77 percent as much milkand generated much more NFIFO than the averageleast profitable confinement operator. The averageleast profitable grazier had a $0.51/cwt lower milkprice compared to the average least profitableconfinement operator. The average least profitablegrazier had $1.08/CWT EQ lower basic costs,$1.01/CWT EQ lower non-basic costs, and $2.09/CWT EQ lower allocated costs compared to theaverage least profitable confinement operator.

Kriegl offers these insights on the most and leastprofitable comparison for grazing and confinementfarms:1. The most profitable group’s performance was

much better than the least profitable group’sperformance regardless of system.

2. Graziers generate more NFIFO per cow and perCWT EQ than their confinement counterparts.

3. Smaller herds tend to generate more NFIFO percow and per CWT EQ than larger herds in bothsystems.

4. Many farm families would be satisfied if theyconsistently achieved the performance of eithermost profitable group or that of the leastprofitable grazing group.

5. The financial performance of the average leastprofitable confinement group is unacceptable tomost farm families.

6. A milk price advantage didn’t guarantee a NFIFOper farm, cow or CWT EQ advantage.

The average “large” grazing dairy herd in the GreatLakes region in 2002 had nearly three times as manycows, produced about ten percent less milk per cow,and had a higher NFIFO per farm but a lower NFIFOper cow and per CWT EQ than the average smallergrazing herd (see Figure 4 and Table 4 on page 12).Larger herds have a higher cost per CWT EQ forpurchased feed, rent, repairs, other expenses, anddepreciation of purchased livestock.

In many other comparisons of large to small herdsacross states and dairy systems, smaller herds tend togenerate more NFIFO per cow and per CWT EQthan larger herds do.

When comparing smaller herds to larger herds,smaller herds typically have an advantage in each ofthe major cost categories (basic, non-basic andallocated).

The cost of paid labor is $0.76 per CWT EQ higheron larger farms, providing much of the smaller farms’advantage in profitability. If all labor and managementwere unpaid, the smaller herds would still have ahigher NFIFO per CWT EQ. This comparison wassimilar for 2000 through 2002, but the smaller herdshad a slightly smaller NFIFO per CWT EQ advantagein 2001.

There are as many variations of managed grazing asthere are farms using it. Some farms are certifiedorganic and some are incorporating crossbreedinginto their herds. And managed grazing techniquesaren’t just for dairy farms—they’ve been adapted forall types of livestock. Kriegl has begun to comparethe performance on farms with many variations.

One variation Kriegl has studied is calving strategy.Some grazing farmers have found it easier to scheduletheir labor if all of their cows calve at one time ofyear rather than over the entire year. This strategy iscalled ‘seasonal calving,’ and it allows farmers tofocus on specific tasks at specific times. On seasonalfarms, calves are typically born in spring, cows arere-bred in the summer, and no cows are milkedduring a period of time during the winter (usually afew weeks). In New Zealand this is a commonstrategy. To be classified as a seasonal herd in Kriegl’sstudy, all the cows in the herd must be dry at thesame time at least one day each calendar year.Seasonal herds participating in Kriegl’s study arelarger and produce less milk per cow than non-seasonal herds. Less than 15 percent of the herds thatKriegl has studied so far practice seasonal calving.

Comparing the two groups, Kriegl found that grazierswho practice non-seasonal calving had betterfinancial performance than graziers who usedseasonal calving in all but two years of comparisonsfrom 1995 to 2002. Only in 1995 and in 2001 didseasonal calving herds achieve higher NFIFO per cowand CWT EQ.

Why was the relative performance of seasonal herdsbetter in 1995 and 2001? Most of the participatingseasonal herds in 1995 were entering their first year

of seasonal production with a herd of cattle and/orspringing heifers that were on an appropriate calvingschedule. It is easier to be seasonal in the first year ifone begins with a herd selected to calve in a specifictime frame than to keep the herd on that timetable infollowing years. In 2001, the milk price pattern wasideal for spring seasonal herds, with high springprices and low winter prices.

Can a seasonal dairy farm be profitable? “Yes,” saysKriegl. “There are seasonal graziers in the UpperMidwest that are generating solid financial returnswhile meeting family labor goals. But the averagemanager of a seasonal system should not expect toconsistently match the financial performance of theaverage non-seasonal operation.”

So far in these financial studies, the best performanceof seasonal graziers has not matched the bestperformance of graziers who are not seasonal. Butgraziers using a seasonal calving strategy often do soto meet non-economic as well as economic goals.Kriegl plans to continue to study seasonal grazingdairy farms in the future.

After analyzing several years of financial data fromdairy farms using managed grazing in Wisconsin andthe Great Lakes region, Kriegl offers theseconclusions:

1. Managed grazing is economicallycompetitive, probably at all sizes. Incontrast to large modern confinement systems, agrazing system can provide a family with asatisfactory income from an operation that asingle family can operate with their own laborand management. Graziers in the studiescompare quite favorably financially withconventional Wisconsin dairy farmers.

2. Grazing farms are more economicallyflexible than confinement farms becauseof two factors. First, the initial investment for agrazing system tends to be much less than for aconfinement system. Second, land and cattlemake up a much higher percentage of assets ongrazing farms than on confinement farms. Landand cattle typically retain their value better thanthe equipment and machinery that make up ahigher percentage of assets on a confinementfarm.

3. The graziers who are most financiallysuccessful are those who focus on allthree factors of profit: income generation,operating expense control, and investment/debtcontrol. Optimizing all three, rather thanfocusing on one factor, results in the bestperformance.

4. A traditional small Wisconsin dairy farmwith average or better management has agood chance of improving its financialperformance by judicious adoption of amanaged grazing system. Farmers need not

go through a period of financial hardship whenthey switch to grazing (although some do).

5. Low input is not the same as low cost perunit of output. The graziers with the lowestcost per hundredweight of milk sold userelatively large quantities of inputs—but theincome generated by those inputs is greater thantheir cost.

6. Managed grazing can be employed withor without other practices andtechnologies such as seasonal calving, milkingparlors, Total Mixed Rations, and so on.

7. There is no single measurement that tellsenough about a farm business to makesubstantive comparisons or decisionswithout additional information fromother measures. Several measures are neededto accurately judge the financial performance ofany farm business.

What are the sources of the data in Pasturesof Plenty?Pastures of Plenty is based on the data from the GreatLakes Grazing Network report Dairy Grazing FarmsFinancial Summary: Regional/Multi-State Interpretation ofSmall Farm Data, Tom Kriegl, et al, April 2004, andthe report An Eight-Year Economic Look at WisconsinDairy Systems, Tom Kriegl and Gary Frank, June 2004.Both use the Agriculture Financial Advisor (AgFA©)program developed by Dr. Gary Frank, RandyGregory, and the University of Wisconsin’s FarmManagement Education Team.

How is labor accounted for in Pastures ofPlenty?Three types of labor and management are identifiedon the farms in the source reports for Pastures ofPlenty. They are: wages for labor and managementpaid to dependents (dependent compensation is paidon some farms for tax management purposes); non-

dependent paid labor and management; and unpaidopportunity cost of labor and management. Unpaidopportunity costs are excluded when NFIFO iscalculated via the method prescribed by the FarmFinancial Standards Council (FFSC), as it is in Pasturesof Plenty. Opportunity costs are defined as the bestalternative returns that could be earned by theoperator’s labor, management and equity capital.

Beyond the control of researchers, all data setscontaining more than a few farms’ financial data willhave farms that pay dependent labor and farms thatdon’t pay dependent labor, even if both have the samenumber of hours of dependent labor. One way ofexamining the data to help see the impact of thislabor expense on financial performance is tocalculate NFIFO in the standard way, and thenrecalculate NFIFO again as if all labor andmanagement were unpaid. This is a useful, althoughnot common, analysis method in agriculture.

On many smaller traditional confinement andmanaged grazing farms, none of the labor ormanagement is paid. On some large modernconfinement farms, all the labor and management ispaid. Therefore, using the FFSC method ofcalculating NFIFO and deducting only paid labor andmanagement provides an advantage to the smallertraditional confinement and managed grazing farmswhen comparing financial performance.

One way to reduce that advantage is to calculate a“NFIFO plus all paid labor and management” value. Inother words, make a calculation of NFIFO assumingALL labor and management is unpaid. This has beendone in the source studies and Pastures of Plenty in twosteps.

The first step was to recalculate NFIFO for each yearas if wages and benefits paid to dependents of the

owner(s) were unpaid. This step was taken becausedependents (spouse and children) are not paid acompetitive wage in all farm businesses. Therefore,not including wages and benefits paid to dependentsstarts to make the comparison of NFIFO per CWTEQ more impartial when comparing large versussmall farms.

In the second step, the paid non-dependent laborcompensation is also treated as if it were unpaid.Hence the measure called “NFIFO if all labor wereunpaid.”

How do you deal with the opportunity costof unpaid labor, management and equitycapital?In large companies such as publicly tradedcompanies, there are NO opportunity costs ofunpaid labor, management and equity capital,because all work and management is performed bypaid employees, and dividends are paid to thestockholders who own the equity. For mostWisconsin dairy farms with unpaid labor,management, and equity capital, those unpaidcontributions are supplied by one person or onefamily.

The calculation of the value of unpaid labor is a veryarbitrary calculation in businesses that haveunpaid labor, management and equity capital—somuch so that the FFSC guidelines more or less saythere is no good way to do it. This point is made notto argue that it shouldn’t be done, but to argue thatits calculation and interpretation should be donewith much judgment. There is no fair way to estimatethe value of unpaid labor and management acrossgroups of farms of various sizes that have unpaidlabor, management, and equity capital.

Despite these difficulties, all of the Wisconsin andGreat Lakes Grazing Network grazing data has beenanalyzed via the AgFA© computer program which

automatically does a total cost calculation thatincludes all the above listed labor costs including theopportunity cost of unpaid labor, management andequity capital. Of course, these opportunity costs arebased on assumptions about the value of unpaidlabor, management, and equity capital. The DairyGrazing Farms Financial Summary, one of the sourcedocuments for Pastures of Plenty, includes the total costdata generated by AgFA©. Total costs are not shownin Pastures of Plenty.

Given the challenges connected with estimatingopportunity costs, perhaps their best use forbusinesses that have unpaid labor, management, andequity capital is on an individual basis to help thosebusiness owners better understand the economicprice they pay for the choice they make in using thoseunpaid resources.

Do the results unfairly show an advantage tofarms that rely more on unpaid family laboras opposed to those that rely on hired labor?Few other studies have addressed labor costs ascomprehensively as they have been addressed in thesource studies underlying Pastures of Plenty. Extrasteps were taken to make the comparison fair tolarger confinement systems.

A higher percent of total labor used on the largerconfinement farms is hired than on grazing farms. So,to see the effect of labor on profitability, I calculatedNFIFO per cow and per CWT EQ the standard wayand also as if all paid labor were unpaid, as describedabove. If all labor were unpaid, the NFIFO advantagethat grazing farms have over confinement farmsnarrows, but the advantage remains in mostcomparisons. This shows that differences in laborcosts explain some, but not all, of grazing farms’NFIFO advantage. (See Table 1 on page 4.) NFIFOcalculated in the appropriate way (in which paidlabor is an expense) is emphasized in bold in thetables. All of the tables in Pasture of Plenty include two

rows that show NFIFO per cow and CWT EQ if alllabor and management were unpaid to illustrate thiscomparison.

How are assets valued in Pastures of Plenty?The data in Pastures of Plenty relies mainly on thehistoric cost (also known as cost or tax basis) methodof valuing assets, but there are other methods, someof which are reflected in the source documents.

AgFA© (the computer program that analyzes the data)routinely calculates several financial performancemeasures in two tracks. One track (called the costtrack in AgFA©) uses the cost or tax basis for assetvalues plus tax depreciation. This is the method usedin most of the business world, because it is vital to amathematically disciplined accounting system thatenables one to track every penny used by thebusiness from its beginning to its end, or within anyother period of its existence. Therefore the cost ortax basis is vital to the mathematical relationshipbetween the three major financial documents(balance sheet, earnings statement and cash flow) of abusiness. Tax basis of assets starts with the price paidfor an asset and then decreases the asset value by theamount of tax depreciation (including section 179expenses) taken. Every dollar of tax depreciationtaken in a year decreases NFIFO by the same amountin the same year. This is how the cost of purchased,non-current assets is prorated over their useful life.

The other track uses current market values (CMV) ofassets and economic depreciation. This second track(called economic track in AgFA©) is a moreconservative modification of the CMV method that isoverused in agriculture. The CMV method of valuingassets relies upon someone’s best guess of asset valueson the balance sheet date. Depreciation occurs in theCMV method only if the balance sheet preparerguessed that the CMV of assets declined. One cannotestablish any mathematical discipline between thethree major financial documents when using the

CMV method. Therefore, accounting errors are farless detectable when using the CMV method.

The economic track in AgFA© instills some disciplineinto the CMV method by including economicdepreciation, although it doesn’t provide nearly asmuch discipline as is achieved with the cost or taxbasis of assets. Economic depreciation is an arbitrarycalculation made to try to account for the cost ofcapital items in the business. It usually is calculated asa percent of CMV each year.

Double track balance sheets are used in Dairy GrazingFarms Financial Summary, using the previouslydescribed cost and economic tracks. Each methodhas positives and negatives. Big advantages of the costmethod include that, as part of a highly disciplinedmethod, accounting errors can be eliminated andmeasures of operating profit are not distorted bypaper changes in asset unit values.

Unfortunately, relying too heavily on CMV balancesheets convinced many farm families and theirlenders into overestimating the financial health ofmany family farms in the 1960s, 70s and 80s. Theseoverestimates contributed to many uninformeddecisions with painful results. The CMV methods aremore useful for such tasks as making decisions aboutinsurance coverage and for estimating the size of anestate. The CMV will often enable a farmer topersuade a lender to loan more money. A managerthat is so committed to maximizing profitability fromall their farm resources that they would leave orenter any business whenever they think the changewill increase their wealth should use the CMVmethod along with the cost method. Both the costand current market values are needed for estateplanning, planning a farm business transfer orarrangement, and estimating the tax consequences ofmany major business decisions.

Why don’t you use Rate of Return on Assets?In fact, I use both Rate of Return on Assets (ROROA)and Rate of Return on Equity (ROROE) extensivelyin the Dairy Grazing Farms Financial Summary. A betterquestion might be why I don’t emphasize thesemeasures. No single measure tells the whole story,although some measures tell a larger part of the storythan others do. One should calculate and reviewmany financial measures when making importantfinancial judgments and decisions. AgFA© and manyother programs do this automatically.

ROROA and ROROE are two of the mostcomprehensive, useful and important measures offinancial performance because they measure acombined impact of what I call the three factors ofprofitability. These three factors of profitability are:

1. income generation;2. control of operating expense; and3. control of investment/debt.

Most financial measures focus on less than all threefactors of profitability. However, because of theircomprehensiveness, ROROA and ROROE are notalways calculated accurately or in the same way fromfarm to farm or from study to study. When ROROAand ROROE values from different sources arecompared, it is important to make sure that theywere calculated in the same way. Were the assetsvalued according to their tax basis, their currentmarket value, or by some other asset valuationmethod? If we are using the current market values ofassets, are we allowing gains in asset values toincrease the return to assets and equity even thoughtthese gains are paper gains? If we are using currentmarket values of assets, are we also using contingentliabilities when calculating ROROA and ROROE?Another problem with using ROROA and ROROE is,once again, it requires that one assign an arbitraryvalue to the opportunity cost of unpaid labor andmanagement. The opportunity cost of labor is usuallybased on the farm families’ estimates of hours ofunpaid labor, and some estimate of what that amountof labor is worth. Arbitrary judgments about

opportunity costs for unpaid labor have a muchgreater impact on the calculation of ROROA andROROE than on the calculation of NFIFO forbusinesses that have substantial unpaid opportunitycosts.

The accurate and consistent calculation of NFIFO isless subject to most of the above described sources ofinconsistency, because the calculation of ROROA andROROE requires extra steps beyond the calculationof NFIFO. Consequently, NFIFO is much more oftencalculated accurately or in the same way from farmto farm and from study to study. And since theaccurate and consistent calculation of ROROA andROROE cannot happen without the accurate andconsistent calculation of NFIFO, if the NFIFO isinaccurate or inconsistent, the ROROA and ROROEfrom the same source will be even more inaccurateand inconsistent.

In addition, NFIFO fully considers the impact of twofactors of profitability and considers much of theimpact of the third factor of profitability.Consequently, after ROROE and ROROA, NFIFO isone of the most comprehensive financial measures.

Why use allocated costs instead of totalcosts?The source reports for Pastures of Plenty put costs intoseveral categories which include basic, non-basic,allocated, and total costs. Again, it is more valuableto compare several cost categories than to use justone. In ten years of comparisons, graziers typicallyhad an advantage in each of these cost categories. Seepage 5 of Pastures of Plenty for more cost definitions.

The allocated cost category does get more attentionthan the others because it is quite comprehensive,including all costs except the more arbitrary unpaidopportunity cost of labor, management, and equitycapital.

Allocated cost also equals total income (not totalcost) minus NFIFO. NFIFO can be smaller, larger or

equal to the combined opportunity cost of unpaidlabor, management, and equity capital supplied bythe owning family. Since opportunity cost is notconsciously calculated by everyone, allocated cost isoften used by non-economists as a default proxy fortotal cost.

Why do you use CWT EQ instead of CWTsold?Dr. Gary Frank of the Center for Dairy Profitabilitydeveloped the CWT EQ method because herecognized that one cannot do an apples-to-applescomparison of any two farm groups, or even years,on the same farm using CWT sold. In addition, theCWT sold method only considers the impact of onefactor of profitability (income generation). CWT EQfully considers the impact of two factors ofprofitability (income generation and control ofoperating expenses) and partially considers theimpact of the third factor of profitability (control ofinvestment and debt).

The CWT sold method uses the physical quantity of aCWT of milk to index costs. The CWT EQ methoduses the dollar value of a CWT of milk to indexcosts. This method is similar to calculating the cost ofearning a dollar of revenue commonly used in thebusiness world.

Dairy farms have numerous sources of income: milk,cull cows, calves, Commodity Credit Corporation(CCC) milk assessment refunds, cooperativedividends, property tax credits on income taxes,crop-related government payments, etc. And milk,cull cows and calves are joint products—a farmercan’t produce one without the others. This largenumber of income sources and joint products makesusing an equivalent unit essential for a consistentmethod of comparing costs between farms. Inaddition, on most dairy farms, the cost of producingcrops sold for cash cannot be separated from the costof producing the crops fed to the dairy herd. A farm’stotal income (including cash sales of crops and

changes in the value of feed and cattle inventories)must be included when calculating equivalent units.

The use of an equivalent unit is the most meaningfulcomparable measure when calculating the cost ofproducing milk, because dairy farm businesses havemultiple sources of income. The measure iscalculated by summing the income from the sale ofall products produced on the dairy farm and dividingby the price of milk.

The output measure for an individual farm iscalculated with the following formula:

However, when studying a group of farms orcomparing farms that may be receiving different milkprices, all producers should use the same price.Therefore the formula should be:

Note: If the income from non-dairy enterprisesexceed 30 percent of total income, additionalcalculations to separate out the non-dairyenterprises’ costs are required. (Including farms withlarge amounts of non-dairy income is even moreproblematic when using CWT sold.)
