    Foreword

    CRISIL is proud to bring to you this publicat ion "Transforming potent ial into achievement: CRISIL's analysis of 50 leading

    SMEs". The publication presents an overview of 50 leading SMEs rated by CRISIL and is part of our effort to showcase

    fundamental ly strong enterprises which can serve as an inspirat ion for other SMEs who are looking to grow and prosper.

    Recognizing the value that quality financial information and independent credit opinions could bring to SME financing,

    CRISIL launched SME ratings as a unique rating product in 2005. The product was created to facilitate enhanced access to

    finance, improve transparency and provide greater differentiation between SMEs of vary ing credit quality within the sector.

    The response to the product has been overwhelming. CRISIL today has rated over 10000 SMEs and is presently rating more

    than 600 SMEs every month. 30 banks and financial institu tions endorse CRISIL SME ratings and use them as part of their

    credit evaluation processes: 13 of them providing specific interest rate concessions to enterprises with high ratings. CRISIL

    SME ratings are today available in more than 120 locations across the country at an extremely competit ive rating fee.

    Perhaps, most importantly, SME ratings are bringing an important structural shift in Indian credit markets by exposing

    SMEs to best pract ices and standards. SMEs that have been th rough the process, have reported a deeper appreciation of the

    transparency and disclosure standards that are expected of them as they scale up their business.

    Our journey in understanding and evaluating 10000 SMEs has been fascinating. If there is one common thread that we have

    noticed in this effort, it has been the passion, energy and entrepreneurial drive amongst the SMEs. Showcasing 50 leading

    SMEs is our way of paying tribute to the spirit of our SMEs, and we hope that this will motivate thousands of others to

    emulate them in their quest for success.

    Small and medium enterprises (SME) drive growth in a lleconomies. In India, the SME sector accounts for 90% ofindustrial enterprises, more than 40 per cent of the export s,and 8.6 per cent of the banking sys tem advances. However,the sector has often been construed as being 'high-risk',and therefore, SMEs continue to face challenges inaccessing finance. The Union government, recogn ising theneed for supporting the growth of SMEs, has directedbank s to increase lending to SMEs at competit ive rates. Forthis, the banks need to determine the creditworthiness ofSMEs, and seek a reliable and independent credit opinionto facilitate decision-making. CRISIL SME Ratings helpbank s make better-informed decis ions on lending to SMEs.Simultaneously, an increasing number of SMEs use theratings to highlight their capabilities to associates and

    business partners.

    CRISIL rates SMEs on a rating scale designed specially forthe sector, a scale that is different from the rating scaleused for large companies. CRISIL SME ratings reflect thecreditworth iness of SMEs in relation to other SMEs in India.The independent scale ensures that the rated SME iscompared with other SMEs, and not with much largerenterprises. CRISIL assigned its first SME rating in June2005, and, in only five years since then, has completed its10,000th rating. Currently, CRISIL's SME Ratings divis ionhas a presence in more than 120 cities across India, and hasworking arrangements with 30 banks and financialorganisations and over 550 industry associations acrossthe country, to promote SME ratings. Ratings also receive

    strong regulatory support—75 per cent of the rating fee issubsidised by the Ministry of Micro Small and MediumEnterprises, Government of India through a Performanceand Credit Rating Scheme implemented through theNational Small Industries Corporation Ltd (NSIC). Thismeans that an SME can, in fact, get itself rated for a mere Rs.7,500.

    SME Ratings have eased the access to finance for SMEs.CRISIL estimates that, at an aggregate level, SMEs havesaved over Rs.1 billion in interes t cost s alone, by using SMEratings. CRISIL's tie-ups and alliances with lenders havehelped SMEs secure f unding: over 30 financial inst itutions

    use CRISIL’s SME rat ings (see Table 1), of which, 13 lendershave issued internal circulars listing the interest rateconcessions that are available for each rating category (seeTable 2). These interest rate concessions range from 0.25per cent to 1.25 per cent (on the applicable lending rate) forSMEs that receive a superior rating. The benef its that SMEsderive from being rated by CRISIL are not limited tointerest rate concessions alone: SMEs receive sanctions forlarger loans, and obtain relaxation in collateralrequirements, reductions in transaction cost, and evenfaster loan processing by lenders (see Chart 1).

    CRISIL's ratings on small and medium enterprises (SMEs)reflect the rated entities' overall creditworthiness,adjudged in relation to other SMEs. These ratings areentity-specific, and not specific to debt issuances.

    The SME sector has its own unique features: unlike thelarge corporates, the SME sector has no organisedinformation on industries, market shares, competitiondynamics, and promoter or management track record. Thecreditworthiness of entities in t he sector, therefore, needsto be assessed using tools and methods that are differentfrom thos e traditionally used for large corporates. CRISIL'sSME Ratings group has evolved a robus t framework for thecredit assessment of SMEs, reflecting the learnings gainedfrom CRISIL's ratings and research experience of over two

    decades.

    CRISIL has two separate scales on which it assigns ratingsin the SME space: the NSIC-CRISIL Performance andCredit Rating (NSIC-CRISIL) scale for small enterprises(SEs), and the CRISIL SME Rating sca le.

    The NSIC-CRISIL sca le has been specially developed forunits registered as SEs. Typically, SEs that are eligible forsubsidies on rating fees from the National Small Indust riesCorporation Limited (NSIC) are rated on this scale.However, it can also be used to rate entities that are noteligible for NSIC subsidies.

    The NSIC-CRISIL scale measures p erformance capabilityand financial strength as two distinct dimensions.Performance capability is measured on a f ive-point scale(from 1 to 5), and financial strength is measured in threecategories (A to C). The rating symbolises the relativepositioning of the rated entity adjudged in relation to otherSEs. Table 1 outlines the rating matrix of the NSIC-CRISILscale:

    For SMEsCRISIL also offers SME Ratings to the larger domain ofSMEs, of which SEs are a subset. The SME Rating Scale isan eight-point scale (SME 1 to SME 8) that symbolises therated entity's creditworthiness in relation to other SMEs.Table 2 outlines the CRISIL SME Rating Scale and ratingdefinitions:

    Rating methodology

    Business risk

     Outlined below is the rating methodology used to assessthe creditworthiness of SMEs with on-going business unitsand without any large project s. The rating methodology forassessment under both rating scales is the same. Themethodology is comprehensive and covers three broadcategories of risk – business risk, management risk, and

    financial risk. Although these are similar to the creditassessment framework for large corporates, the approachto assessing the risk elements, peer group comparisons,and weightages for the various parameters, are different.

    Under business risk, CRISIL assesses the susta inability ofthe business plan and the long-term v iability of the unit.This comprises qualitative assessments of the track recordof the business, the profile of the rated entity's customers,relationships with customers and suppliers, and the level ofinfrastr ucture and technology of the business.

    In order to assess the SME's business risks, CRISIL contactsthe promoters of the SME to understand their businessplans and growth strategies.

    Most SMEs form part of larger industries' value chains andare usually not in direct contact with the end users.Moreover, in most industries, the degree of competition ishigh owing to factors such as the presence of a largenumber of players, low capita l intensity and, in some cases,low technology levels. Hence, SMEs rarely have control

    over pricing. An SME's pricing flexibility stems from itsrelationship with key customers and its strong control overcosts. For SMEs, control over costs is a function of thequality of technology and manufacturing facilities, andrelationships with employees and suppliers.

    Assessing the quality of an SME's relationsh ips with its keycustomers is a critical part of CRISIL's assessment of anSME; this parameter is assessed by directly contacting theentity's key customers. To assess the entity's manufacturingfacilities, CRISIL insists on a visi t to the facilit ies, either bya team of CRISIL analysts, or by CRISIL's businessassociates. CRISIL also contacts the SME's key suppliers toassess the quality of their relationships with the SME beingrated.

    For SMEs, management evaluation, which is typically anevaluation of the promoters' competence, is critical to therating. Unlike most large corporates, which have severallayers of professional managers, performance in the caseof SMEs often depends on the entrepreneurship andresourcefulness of the promoters.

    In assessing a promoter's competence and track record asan entrepreneur, CRISIL looks at the past performance ofthe entity and group companies. This provides an insightinto the promoter's ability to successfully manage theentity through business cycles. In addition, the entity'sability to develop suppliers, integrate with customers, and

    manage banking and labour relationships, also providecritical inputs to the management evaluation process.

    Most SMEs are managed by fir st-generation entrepreneurs,whose continued presence is crucial to the very existenceof the business. CRISIL believes that factors such as thepresence of a second tier management, a formal successionplan, and a high degree of professionalism, are vita l to thelong-term sustainability of the entity. CRISIL, therefore,critically assesses the organisational structure of the entityand the quality of its systems and processes.

    SMEs are typically set up as proprietorships, partnerships,or private limited companies. SMEs that are constituted ascompanies are mandated to follow accounting standards

    prescribed by the Institute of Chartered Accountants ofIndia (ICAI) and the guidelines of the Companies Act, 1956.CRISIL's experience suggests that entities whose financialstatements are governed by regulation are generallystronger in accounting quality, disclosure, andtransparency.

    Financial risk

    CRISIL's financial risk analysis is based on disclosedfinancial statements. CRISIL's assessment of financial riskincludes an assessment of size (sales and net worth),profitability, efficiency of capital and working capitalmanagement, and credit protection measures such asinterest coverage, debt service coverage, and cash accrualsto debt ratios. CRISIL uses proprietary spreadsheets thatare developed especially for SMEs. The ratio calculationsare broadly the same as those followed in the assessmentof the large corporates, but have been fine-tuned to suit therequirements of the SME sector. For example, promotersoften bring in investments in the form of unsecured loansinstead of equity or capital to take advantage of favourabletaxation policies; such loans are treated as quasi–equitywhile assessing SMEs.

    CRISIL's assessment of an SME's financial risk profile alsoattempts to asses s the entity's financial flexibility. This isdone in two ways – by analysing the promoter's net worth,and by assessing the strength of the SME's relationshipswith banks. CRISIL asks promoters to disclose theirpersonal net worth; based on this declaration, CRISILassesses the additional funds that the promoter will beable to infuse into the SME, in the event of distress. CRISILalso contacts the SME's bankers in order to assess thenature and histor y of the relationship, and per formance ofthe loans and bank accounts. Bankers can also providekeen insights into the promoters' integrity.

    CRISIL's ratings on the SME and NSIC-CRISIL scales arevalid for a period of one year from the date of beingassigned, if no significant changes/events occur during thisperiod that could materially affect the business or financialparameters of the organisation. The rating is a one-timeexercise and is not kept under surveillance. CRISIL,however, recommends that the user of the rating seek areview of the rating if the organisation experiencessignificant changes/events during this period which couldimpact the organisation or its rating.
