MARKET REVIEW
DEBTMarket Review
In a major push to the banking and infrastructure sectors, Government of India (GOI) has initiated a number of measures.
A) PSU Banking sector reform:
Recapitalization of PSU Banks: Government of India has announced a massive recapitalization plan for
PSU Banks of ₹ 2.11 lakh crores spread over the next 2 years. A sum of ₹ 1.35 lakh crores will be raised
through recapitalization bonds and the remainder ₹ 76,000 crores will be through budgetary support,
market issuances by banks themselves out of which ₹ 18,000 crore will be infused this year as part of the
'Indradhanush' plan.
Impact of Government of India's announcement on Recapitalization of PSU Banks: Government of India's above measure will certainly cheer up the banking sector which is grappling with asset worries.
Latest available data suggest 39 listed banks have exposure of ₹ 8.35 lakhs crores worth of NPAs.
Ÿ Clean up the banks' balance sheet and boost the lending process appears very strong: Out of the
total allocation of ₹ 2,11,000 crore, we believe that ₹ 75,000-80,000 crore will be towards meeting Basel
III capital requirements and supporting business growth, while the remaining ~₹ 1,35,000 crore may be
used for making higher provisions. The government's intent to clean up the banks' balance sheet and boost the lending process appears very strong, and thus, we believe that the recapitalization/clean-up initiative would remain a recurring theme over the next few quarters. Against this backdrop, we turn constructive on PSU banks. We believe that the banks that are short on capital and have higher quantum of bad loans stand to benefit more.
Ÿ Provisioning coverage to improve 19% to 62%: We estimate that provisioning coverage ratio (PCR) of the banks will improve sharply as they begin cleansing their bad loans on the basis of our modelled capital allocation (described above). We thus estimate coverage ratio for PSU banks to improve to an average level of 62% vs 43% currently.
Ÿ Government shareholding in PSU banks will increase between 6% to 29%: The capital infusion in PSU banks both by way of recapitalization bonds and direct equity infusion will further increase government stake in PSU banks. Our analysis indicates that government ownership will increase by 6% to 29% across PSU banks. Government has suggested that banks also need to raise equity capital on their own either by issuing new shares or by divesting from non-core assets
Ÿ Loan growth to recover in medium term; Bond-yields may edge higher: PSU bank's current loan growth has been ranging between -22% to 10% and we expect it to revive over medium term as asset quality takes a back seat while stronger capital levels allows them to pursue growth opportunities. The government intends to give a strong push to MSMEs/SMEs in order to boost job creation and we expect PSU banks to start focusing on this segment. Alongside we expect bond-yields to also edge higher as excess liquidity in the banking system gets deployed into these recapitalization bonds.
B) Infrastructure and housing sector reform
Governments infra push, increased visibility for EPC (Engineering Procurement Construction) contractors in Road, Railways and Housing segments: Government has announced to build road network of 83,677
km over next five years at a cost of ₹ 6,92,000 crore . These projects would be executed by multiple
agencies namely National Highway Authority of India (NHAI), National Highway and Infrastructure Development Corporation Limited (NHIDCL), Ministry of Road Transport and Highways (MoRTH) and State Public Work Department (PWD's). This includes 34,800 km of BharatMala Project at a cost of Rs
5,35,000 crore while remaining 48,877 km of road projects at cost of ₹ 1,57,000 crore (implemented in
parallel by NHAI/MoRTH).
Under the universal affordable housing scheme Government has announced to build 1.2 crore units in next
three years under Pradhan Mantri Awas Yojana or PMAY (Urban) with an expenditure of ₹ 1,85,000 crore.
Impact of Government of India's announcement on infrastructure and housing sector:
Ÿ Contractors view this positively increases visibility for next five years. Contracting companies view
this positively as it provides clear opportunity for next five years. Financing involves raising of ₹ 34,000
crore through monetization of road assets under ToT model which could be a risk.
Ÿ Funding for Bharatmala is based on ₹ 2,09,000 crore will be raised as debt from the market, ₹1,06,000 crore of private investments would be mobilized through PPP (Public Private Partnership) and
₹ 2,19,000 crore will be provided out of accruals to the Central Road Fund (CRF), ToT (Toll Operate
Transfer) Monetization proceeds and toll collections of NHAI. The NHAI will also be part of the project and
will raise ₹ 97,000 crore from CRF and ₹ 59,000 crore from budgetary support. As part of the project, 82
highways will be 'monetized' with an investment potential of ₹ 34,000 crore.
Ÿ The government last month announced a new PPP (Private Public Partnership) Policy for Affordable
Housing that allows extending central assistance of up to ₹ 2.50 lakh per house to be built by private
builders even on private land, besides opening up immense potential for private investments in affordable housing projects on government land in urban areas.

* Closing Price as on 31/10/2017
Bond Yields have gone up post this announcement on account of portfolio balancing effect on bank balance sheets. For Infra sector government has launched a new umbrella programme under which 83677 kms of
roads will be built over the next 5 years involving a capex of ₹ 6.92 lakhs crores. It is expected to generate
14.2 crores man days of jobs. Headline Inflation surprising remained flat at 3.3% in September while food inflation came down to 1.8%. Core inflation moved slightly up, however the numbers were way below the market expectations. As expected RBI policy was a non-event as RBI has maintained in their earlier commentaries that they feel CPI inflation is on the rise and they would take appropriate steps, however it sought to wait for more data to better understand the transitory versus structural headwinds to growth.
Outlook
Fiscal Push is clearly evident by the number of steps government has taken in last 2 months after the dismal GDP data of the first quarter. The reduction in excise duty on petrol and diesel and bank recapitalization and Infrastructure plan shows government's commitment to push GDP growth rate close to 7% and create more jobs. However it would be interesting to see how RBI will play out in next 2 policies. It is currently navigating through a plethora of events. Domestic growth slowdown where clarity is still sought to understand if that is structural or due to dual hits of demonetization and GST. Rising Inflation with a reversal of base effect and a rise in global commodity effects is also something that RBI is looking at.
EQUITY
Market Review
Positive news-flow from result season supplemented by macroeconomic data led markets to post a 6% gains in October 2017. Recapitalization of Public Sector banks, positive steps regarding non-performing loan (NPL) resolutions and rally in commodity prices have further resulted in positive bias for the markets. Government indicated willingness to reduce GST rates as well as ease the compliance regulations. Government cut the excise duty on petrol & diesel to cushion the price increase in these products. Financial results indicate trade channels recovering post GST.
RBI kept steady stance and maintained rates. Index for Industrial Production (IIP) grew 4.3% for August-17 versus print of 0.9% for July-17. On inflation front, Sept-17 CPI inflation was stable at 3.3% post printing 3.4% in August-17. WPI inflation decelerated and printed 2.6% for Sept-17 against 3.2% for August-17. GDP growth for Q1FY18 came at 5.7% as compared to 6.1% in Q4FY17.
Sector-wise indices – For month of October-17, Oil & Gas and Realty indices outperformed and returned 11.5% and 11.4% respectively. Bankex and IT Sector indices underperformed the market during the month returning 4.7% & 4.2 respectively.
Capital flows:
FIIs were net buyers in the equity to the tune of ₹ 3,055 crores (USD 469 million) in October 2017.
Cumulative, FIIs bought equity worth ₹ 9,884 crores (USD 1.55 billion) from November-16 to October-17
and DII bought equity worth ₹ 1,11,509 crores (USD 17.1 billion) for the same period. (As of 31st October
2017, Source: SEBI) (October 2017 Avg. 1 USD = INR 65.08).
Outlook:
November will see the last leg of Q2 results from India Inc. where in results of large PSU banks, Pharma and Oil & Gas companies will be keenly watched. So far we have seen IT, Private Banks, Cement, Metal and Infra companies reporting good set of results with positive commentary on future outlook. The pickup in construction activities, led by road construction, have resulted in good volume growth for cement companies. Government's latest announcement on 24th October regarding boosting public expenditure on roads, ports and eventually railways will certainly provide boost to construction sector going forward. Early Festive season and Channel restocking post GST have propelled the Auto & Discretionary companies to report good volume growth in their Q2 results. However, rural demand, which was subdued, was seen slowing picking up having positive rub off effect on FMCG sales in Q2 numbers. Select IT companies reported better results mainly on account of strong seasonal quarter and INR depreciation.
The modest pick-up in the growth momentum in Indian economy is likely to be seen from the second half of FY 2017-18 largely benefitting from recapitalization of PSU banks, some de-clogging of stalled projects, and higher capital expenditure by the central government. However, the Global economy remains challenging on account of likely US Fed Reserve's rate hike in December, Geopolitical tension arising between US & North Korea and Economic data from US and China. If the US Federal Reserve resumes tightening of monetary policy, by pushing interest rates higher in the US than it may prompt volatile funds flow in emerging markets including India. Outcomes of these events will be cautiously watched by the Indian market.
Nevertheless, strong commitment to reform implementation by the government is necessary in order to place India back onto a fast-growth trajectory in a sustainable manner. Business expectations have improved recently. India jumped 30 spots to secure a place among the top-100 countries on World Bank's ease of doing business ranking list in 2018, which is extremely relevant for new investments, indicating brighter prospects for economic growth.
