The ECONOMIC PROBLEM

results from there being unlimited wants but limited resources to produce the goods and services to satisfy those wants. This creates scarcity.

What do you notice about your lists? You will probably find tbat tbe really important items are on tbe NEEDS list - water, clothing for warmtb and protection, food and some form of housing or shelter. And on your WANTS list? That will be up to you and your interests and tastes, but you could probably have written a very long list indeed.

Do you already own all of tbe items on your wants list? If you do, tben you must be very lucky and very rich! Most people in tbe world cannot afford to buy everything tbey want because our wants are unlimited. In many countries, some people cannot afford to buy tbe tbings tbey need and tbey are likely to be very poor.

Why are tbere so many wants and needs tbat we cannot satisfy? Why are millions of people living in poverty in many countries around tbe world? Most people will answer tbese questions by saying, 'Because tbere is not enough money'.

are those resources needed to produce goods or services. There are four factors of production and they ore in limited supply.

SCARCITY is the lack of sufficient products to fulfil the total wants of the population.

The real cause of the economic problem

1111 Case study example The government of a small country is worried about the[arge numbers of people who cannot afford enough of the basic needs of life. Even those citizens with more money are always complaining that the country is not producing enough of the luxuries that they want to buy. The government decides to print more bank notes and to double all of the incomes of everybody in the country.

Has the government solved the economic problem of the country? Are there now more goods for the people to buy? Are there more houses for them to live in) Are there more schools for their children's education? Will the standard of living of the population increase?

The answer to all of these questions is 'No'. Printing more money does not produce more goods and services or satisfy more wants or needs, because prices will rise. What is the point of having more money to spend, if the prices of everything you want to buy have gone up by the same amount!

The real cause of the economic problem The real cause of the shortage of goods and services in a country is not having too little money. It is too few FACTORS OF PRODUCTION

( also called resources of production). There are four factors of production.

• Land This term is used to cover all of the natural resources providedby nature and includes fields and forests, oil, gas, metals and othermineral resources.

• Labour This is the efforts of people needed to malce products.• Capital This is the finance, machinery and equipment needed for the

manufacture of goods.• Enterprise This is the skill and risk-taking ability of the person who

brings the other resources or factors of production together toproduce a good or service. For example, the owner of a business.These people are called entrepreneurs.

In any one country, and in the world as a whole, these factors of production are limited in supply. As there is never enough land, labour, capital or enterprise to produce all of the needs and unlimited wants of a whole population, there is an economic problem of SCARCITY.

Limited resources: the need to choose We make choices every day. We have to, as we have limited resources but so many wants. We therefore have to decide which wants we will satisfy and those which we will not. All choices involve giving §Omething up -and this is called OPPORTUNITY COST. Should I take a bus to school or use the money for a new pen to write clear Business Studies notes? Do I buy a new sweatshirt or spend the money on a new radio?

We do not have the resources to satisfy all our wants so the next best alternative that we give up becomes our opportunity cost. This problem of 'what to give up' exists not only for consumers like us but for governments and businesses too. In malting choices we need to consider carefully the opportunity cost to malce sure it is not worth more to us than the item we are buying.

Making the best use of limited resources: specialisation Factors of production - the resources we need to make goods and provide services - are in limited supply. When we choose to use them in a particular way, that choice involves a lost opportunity. It is therefore important to use these resources in ·me most efficient ways possible. The ways in which these resources are used have changed greatly in the last 200 years for two reasons.

• Machinery is now more widely used and this is often specialised toperform one task.

• Larger firms are now more common than they used to be and theseoften employ workers skilled in particular tasks.

Ill Case study example This is how Joe Sharma, a carpenter, went about making a table 200 years ago:

What do you notice about these methods of production?

• Joe did everything himself- including the cutting of the timber andthe sale and delivery of the finished table.

• Production was very low - only one table per week.

Compare this with typical modern productionmethods. Two hundred· years later; Jack Sharma owns the family business. This is how production is organised:

What are the main features of this production method?

• Jack does not do everything himself - specialist workers areemployed for each stage of production.

• He uses the services of specialist firms to supply him with materialsand to seU his finished products.

• Output is much higher - 20 tables per week. This is an average offour tables per worker.

• The use of machines is more comrnon - each machine needing aspecialised worker to operate it.

Specialisation and the division of labour Jack Sharma is using the principles of SPECIALISATION and DMSION OF LABOUR. He is dividing up the malting of tables into different jobs and malting each worker a specialist at just one task. Division of labour has advantages ahd disadvantages:

m Workers are trained in one task and specialise in this - this increases efficiency and output

� Less time is wasted moving from one workb�nch to another

Disadvantages

Workers can become bored doing just one job - efficiency might fall If- one worker is absent and no one else can do the job, production might be stopped

Back to the case study. Jack is also using specialised firms to deliver the wood to his factory and the finished tables to customers. A chain of production has now been created using specialist firms to supply materials and deliver the finished products. A disadvantage of this is that these firms may prove to be unreliable.

So far, we have hardly mentioned BUSINESSES and yet this is the purpose of the book! Where does business activity fit into the ideas we have already looked at?

The aim of all business is to combine the factors of production to make products which will satisfy people's wants. These products can either be goods - physical items such as cars and shoes which we can touch and see - or they can be services, such as insurance, tourism or banking.

Businesses can be small - just one person, for example - or large. Some businesses employ thousands of people with operations in many different countries. Businesses can be privately owned or owned by the state. They can be owned by one person or by thousands of shareholders. Whatever their size and whoever owns them, all businesses have one thing in common - they combine factors of production to make products which satisfy people's wants.

What would life be like without business activity? In simple, undeveloped societies, businesses do not exist. Everybody attempts to do everything for themselves - they are self-sufficient. With their own plot of land and by their own efforts, such as hunting, they attempt to survive and produce enough for their own needs. This is a very basic existence. By a gradual process of specialisation, people began to concentrate on what they were best at. They then traded those goods for others made by people who had skills in other areas. In this way, businesses began to be formed, and trade and exchange of goods expanded. In today's world, most people work in one job for a weeldy wage. With this money, they are able to purchase a wide range of goods and services produced by many different businesses. Business activity therefore:

• combines scarce factors of production in order to produce goods andservices

• produces those goods and services which are needed to satisfy theneeds and wants of the population

• employs people as workers and pays them wages to allow them toconsume products made by other people.

Business objectives An OBJECTIVE is an aim or a target to work towards. All businesses have objectives. These objectives are often different for different businesses. Businesses are started by people, and sometimes by govermnents, for many clifferent reasons. A business may have been formed to provide employment for the owner or his/her family. It could have been started to make as big a profit as possible for the owner. On the other hand, the business might have a more charitable aim in mind - many of the leading world charities are very large businesses indeed. The most common business objectives are:

• to make a profit• to increase added value·• to expand the business• to achieve business survival• to provide .a service to the community.

Profit

When a business is owned by private individuals, rather than the govermnent, it is usually the case that the business is run to make profits. The owners will each take a share of these profits.

Will a business try to make as much profit as possible? It is often assmned that this will be the case. But there are dangers to this aim. Suppose a firm put up its prices to raise profits. It may find that consumers stop buying their goods. Other people will be encouraged to set up in competition, which will reduce profits in the long term for the original business.

It is often said that the owners of a business will aim for a satisfactory level of profits which will save them having to work too many hours or paying too much in tax to the govermnent. Profits are needed to pay a return to the owners of the business. Without any profit at all, the owners are likely to close the business.

Value added

VALUE ADDED is not the same as profit. It is the difference between the selling price of a completed item and the value of the inputs or bought in materials and components. For example:

• the selling price of a newly built house is $100,000• the value of the bought in bricks, cement, wood and other materials

was $15,000• the value added by the builder is $85,000, but this is not the builder's

profit. as so many other costs and expenses have to be taken intoaccount too.

Value is added to materials and components by working on them and · turning them into much more expensive finished articles. So, a leather

company could make leather jackets rather than just selling raw animalhides. A chocolate maker could wrap chocolates in more expensivelooking boxes in order to sell them at a higher price. In these twoexamples the firm will have extra costs to pay, but they should be ableto increase prices by more than costs. What is the point of increasing'added value'? Higher value added means that the value of the firm'soutput rises, it sells goods in a more expensive market and it has thechance to earn higher profits - as long as it increases prices by morethan costs.

How can businesses increase value added?

• A retailer such as a jeweller could present items in attractive displays,create a luxury feel to the shop and offer a gift-wrapping service.These could malce consumers more willing to pay higher prices - theymight think that the products are of a higher quality.

• A manufacturer could add features to a product. For example, acamera malcer could add a zoom lens and panoramic options. A higherprice could then be charged. Any change that adds more to price thanto costs of materials will add value.

Growth The owners and managers of a business may aim for growth in the size of the business for a number of reasons:

• to make jobs more secure if the business is larger• to increase the salaries and stams of managers as the business

expands• to open up new possibilities and help to spread the risks of the

business by moving into new products and new markets• to obtain a higher market share from growth in sales• to obtain cost advantages, called economies of scale, from business

expansion. These are considered in more detail in Unit 5.

Growth will only be achieved if the business's consumers are satisfied with the products or services being provided.

Survival When a firm has recently been set up, or when the economy is moving into recession, a business could be more concerned with survival than anything else. New competitors can also malce a firm feel less secure. The managers of a business threatened in this way could decide to lower prices in order to survive, even though this would lower the profit on each item sold.

Providing a service In some countries, important business()S are owned by the government. The main aim of these businesses could be to provide an essential service to the public, such as water or electricity supply, rather than making as much profit as possible.

Conflict of business objectives In the previous section we assumed that businesses could set one objective and aim for that. Life is not that simple and most businesses are trying to satisfy the objectives of more than one group, as the diagram below shows.

A STAKEHOLDER is any person or group with a direct interest in the performance and activities of a business.

Which groups are involved in business activity? � 11

Managers therefore have to compromise when they come to decide on the best objectives for the business they are running. They would be unwise to ignore the real worries or aims of other groups with an interest in the operation of the business. Managers will also have to be prepared to change the objectives over time. Growth could be the best option during a period of expansion in the economy, but survival by cost cutting might be better if the economy is in recession.

Which stakeholder groups are involved in business activity? All business activity involves people. The following groups of people are involved in business activity in one way or another or are affected by it:

• owners • consumers• workers • government• managers • the community as a whole.

These groups are sometimes called the STAKEHOLDERS of the business as they have an interest in how the business is run.

Why are these groups of people important to business? How are they affected by business activity?

Government • Governments are responsible for the economy of thecountry.

• They pass laws to protect workers and consumers.

The whale • The community is greatly affected by business activity. Farcommunity example, dangerous products might harm the population.

Factories can product pollution that damages rivers, thesea and air quality.

• On the other hand, businesses create jobs and allowworkers to raise their living standards. Many products arebeneficial to the community, such as medicines or publictransport.
